Available in PDF, EPUB and Kindle. Book excerpt: Indian food and fuel inflation has remained high for several years, and second-round effects on core inflation are estimated to be large. This paper estimates the size of second-round effects using an estimated reduced-form general equilibrium model of the Indian economy, which incorporates pass-through from headline inflation to core inflation. The results indicate that India's inflation is highly inertial and persistent. Due to second-round effects, the gap between headline inflation and core inflation decreases by about three fourths within one year as core inflation catches up with headline inflation. Large second-round effects stem from several factors, such as the high share of food in household expenditure and the role of food inflation in informing inflation expectations and wage setting. Analysis suggests that in order to durably reduce the current high inflation, the monetary policy stance needs to remain tight for a considerable length of time. In addition, progress on structural reforms to raise potential growth is critical to reduce the burden on monetary policy.

This paper investigates the demand and supply factors behind the contribution of relative food inflation to headline CPI inflation. It concludes that in the absence of a stronger food supply growth response, food inflation may exceed non-food inflation by 21⁄2–3 percentage points per year. The sustainability of a long-term inflation target of 4 percent under India’s recently-adopted flexible inflation targeting framework will depend on enhancing food supply, agricultural market-based pricing, and reducing price distortions. A well-designed cereal buffer stock liquidation policy could also help mitigate food inflation volatility.

Book excerpt: Expectations of firms and households about the future trajectory of inflation tend to influence their current investment and consumption/saving decisions, and the price and wage-setting behaviour. By firmly anchoring inflation expectations, monetary policy can prevent a wage-price spiral and moderate the second-round effects of supply shocks, thereby avoiding an inferior macroeconomic outcome of lower growth and higher inflation. Using bias-adjusted survey data on household inflation expectations and estimated inflation expectations anchoring index for India this paper shows that the anchoring performance has improved notably following the adoption of the flexible inflation targeting monetary policy framework in India; the risk of wage-price spiral moderates with firmer anchoring of inflation expectations; and that bias adjusted household expectations hover in close alignment with the headline inflation, besides exhibiting superior inflation forecasting properties.

Book excerpt: Co-movement (synchronicity) in inflation rates among a set of 13 emerging and developing countries in Asia is shown to be strongest for the food component, partly due to common rainfall shocks—a result which the paper terms the ‘monsoon effect.’ Economies with higher trade integration and co-movement in nominal effective exchange rates also experience greater food-inflation co-movement. By contrast, cross-country co-movement in core inflation is weak and the aforementioned determinants have little explanatory power, suggesting a prominent role for idiosyncratic domestic factors in driving core inflation. In the context of the growing literature on the globalization of inflation, these results suggest that common weather patterns are partly responsible for any role played by a so-called ‘global factor’ among inflation rates in emerging and developing economies, in Asia at least.

We expect the region to expand by 5.5 percent in 2017, up from 5.3 percent in 2016. Accommodative policies will underpin domestic demand, offsetting tighter global financial conditions. However, the risks to the outlook, on balance, are slanted to the downside. A possible shift toward protectionism in major trading partners could suppress Asia’s trade, while the continued tightening of global financial conditions and economic uncertainty could trigger capital flow volatility. A bumpier-than-expected transition in China would also have large negative spillovers to the region. Beyond the short term, many parts of Asia face secular headwinds from population aging and slow productivity growth. These challenges call for domestic policies that support growth while boosting resilience and inclusiveness. To sustain long-term growth, structural reforms are needed to deal with challenges from demographic transition and to boost productivity.
