To its advocates, the Swedish welfare state builds on a strong social consensus favoring extensive state intervention to ensure a high quality of life for all Swedes. To its critics, the Swedish system is marked by excessive government intervention and attendant inefficiencies. These contrasting views are captured in imagery used by Prime Minister Göran Persson: "Think of a bumblebee. With its overly heavy body and little wings, supposedly it should not be able to fly--but it does." The Swedish welfare state is the bumblebee that has managed to fly. This book draws on many years of IMF surveillance and policy advice to explain how it has done so, to assess the challenges that the Swedish model faces in the new century, to propose a strategy for dealing with those challenges, and to draw lessons for the many other countries that face similar challenges from globalization and demographics.

The Swedish financial supervisory authority (FI) has adopted a number of macroprudential measures under its mandates for financial stability and consumer protection. The FI imposed a loan-to-value limit of 85 percent for new mortgage loans in 2010, with the soundness principle as legal basis for this measure. Under its financial stability mandate, it also set floor on risk weights for Swedish mortgages, which was raised from 15 percent to 25 percent in September 2014. Following an expansion of the regulatory toolkit, a range of capital buffers have also been established and subsequently expanded.

The important and growing commitment of European countries--which now collectively account for over half of all development assistance provided by the industrialized nations--has been virtually ignored. European nations, like the u.s., support in principle a “basic needs†focus in their assistance programs, but the strategies they employ reveal a variety of styles and technical approaches, many of which could be useful in improving U.S. aid programs. This study describes and analyzes the development assistance programs of the five major European donors: France, Germany, the Netherlands, the United Kingdom, and Sweden. Drawing on primary sources and interviews with representatives of the various assistance agencies and with outside experts, Dr. Arnold describes each country’s program in terms of three general areas: the evolution of its philosophy and overall policy goals, the organizational structure of the government institutions concerned with development assistance (including the relationship of these institutions to legislative and other policymaking bodies), and the content and procedures of the assistance programs.

Book excerpt: Sweden is experiencing double-digit housing price gains alongside rising household debt. A common interpretation is that mortgage lending boosted by expansionary monetary policy is driving up house prices. But theory suggests the value of housing collateral is also important for household’s capacity to borrow. This paper examines the interactions between housing prices and household debt using a three-equation model, finding that household borrowing impacts housing prices in the short-run, but the price of housing is the main driver of the secular trend in household debt over the long-run. Both housing prices and household debt are estimated to be moderately above their long-run equilibrium levels, but the adjustment toward equilibrium is not found to be rapid. Whereas low interest rates have contributed to the recent surge in housing prices, growth in incomes and financial assets play a larger role. Policy experiments suggest that a gradual phasing out of mortgage interest deductibility is likely to have a manageable effect on housing prices and household debt.

Book excerpt: The large influx of migrants to Nordic countries in recent years is challenging the adoptability of Nordic labor market institutions while also adding to potential growth. This paper examines the trends, economic drivers, and labor market implications of migration to Nordic countries with a particular focus on economic migration as distinct from the recent large flows of asylum seekers. Our analysis finds that migration inflows to the Nordics are influenced by both cyclical and structural factors. Although migration helpfully dampens overheating pressures during periods of strong demand, and over the longer term will cushion the decline in labor supply from population aging, in the near-term unemployment can rise, especially among the young and lower-skilled. The analysis highlights the need to adapt Nordic labor market institutions in a manner that better facilitates the integration of migrants into employment. In particular, greater wage flexibility at the firm level and continued strong active labor market measures will help improve labor market outcomes among immigrants.
