Book excerpt: The Ministry of Defence does not place sufficient emphasis on financial management in its decision making and the finance function at the MOD does not have as central role in strategic planning as it should have. Annual financial plans at the MOD have been over-committed. By the end of July 2009, the budget for the Department was exceeded by its forecast for the rest of that year by £700 million. When the assumptions underlying the plan for 2010-11 were reassessed, the forecast deficit grew from £185 million to over £500 million. The Department should make choices in setting its budgets and priorities and could use financial management more effectively to address those factors which are within its control. The shortfalls in financial management have significant consequences. The over-commitment in future spending plans has led to additional savings being necessary. During 2009-10, the Department had to find additional savings of £800 million to bring its planned expenditure back into line with its budgets. Finding these reductions mid-year is a time-consuming and destabilising exercise. Many areas have to revisit or adjust their plans leading to delays, material changes to project specifications and costly renegotiation of contracts with industry. Delaying projects also leads to significant increases in the project cost. The forthcoming Strategic Defence and Security Review will provide an opportunity for the Department to rebalance its future spending plans in the short term. Over the longer term, however, the challenge for the MOD will be to ensure that these plans remain in balance.

It has also cut its costs to live within a reduced budget. However, this has been achieved not just by delivering financial savings, but also by deferring some costs into future years, at the risk that these costs could increase because of the delay. The stability of the Department's financial position depends on the accuracy of a large number of assumptions it has to make, many of which have proved over-optimistic in the past, and its ability to: control its costs, achieve the significant savings anticipated in the equipment and infrastructure budgets, and manage the cost of the Department's portfolio of nuclear-related programmes.

Many of the issues are not new and have been noted by similar reviews. The Steering Group believes an effective MOD is one which builds on the strengths of the individual Services and the Civil Service and does so within a single Defence framework that ensures the whole is more than the sum of its parts. A key driver for this review has been the Department's over-extended programme, to which the existing departmental management structure and management structure and behaviours contributed. Many of the Steering Group's proposals are designed to help prevent the Department from getting into such a poor financial position in the future and to put it in the position to make real savings. There are 53 recommendations the key ones of which are: to create a new and smaller Defence Board chaired by the Defence Secretary to strengthen top level decision making; to clarify the responsibilities of senior leaders, including the Permanent Secretary and the Chief of the Defence Staff; make the Head Office smaller and more strategic, to make high level balance of investment decisions, set strategic direction and a strong corporate framework; focus the Service Chiefs on running their Services and empower them to perform their role effectively with greater freedom to manage; strengthen financial and performance management throughout the Department to ensure future plans are affordable; create a 4 star led Joint Forces Command; create single, coherent Defence Infrastructure and Defence Business Services organisations; manage and use less senior military and civil personnel more effectively, people staying in post longer, more transparent and joint career management.

The Study Group envisions a future in which relevant, reliable and timely financial information, affirmed by a clean audit opinion, is available on a routine basis to support management decision-making at all levels throughout DoD. Relevant financial information will tell managers the costs of forces or activities that they manage and the relationship of funding levels to output, capability or performance of those forces or activities. Reliable financial information will provide a more accurate basis for decision-making and be affirmed by a clean audit opinion. Such financial information will be available to managers at all pertinent levels, from those charged with carrying out DoD's missions at the theater and national levels down to the managers of supporting activities. Current DoD financial, accounting and feeder/operational management systems do not provide information that could be characterized as relevant, reliable and timely. Nor is the "support of management decision-making" generally an objective of the financially based information currently developed or planned for future development. Front-end investment and much work need to be done to accomplish a necessary transformation. Many positive projects are currently underway in DoD; however, they are narrowly focused, do not have sufficient senior leadership and urgency behind them, and are not part of an integrated DoD-wide strategy.
