Book excerpt: One of the central hypotheses of behavioural finance is that stock prices systematically overreact. The seminal study is DeBondt and Thaler (1985), which appears to show that past winners (stocks that have earned the highest positive abnormal returns during the pre-formation period) tend to exhibit negative abnormal returns during the post-formation period, and similarly that past losers (stocks that have earned the greatest negative abnormal returns during the pre-formation period) tend to exhibit positive abnormal returns during the post-formation period. Pre- and post-formation periods range from one year to five years. It is further reported that stocks that have 'overreacted' the most, i.e. where the pre-formation period is longer, and hence where the abnormal returns are more extreme, tend to exhibit a correspondingly greater 'correction' during the post-formation period. The ensuing debate has focussed mainly on whether the results can be explained by a risk-premium story. However, the question has also been raised as to whether the purported overreaction effect actually exists at all, or whether it is merely an artefact created by data or methodological biases. The present study addresses the second of these issues, by carrying out an overreaction study using a new survivorship and look-ahead bias-free database on the UK stock market, SFD Capital UK Fully Listed Version 2.1, and using both cumulative abnormal return and holding period return methodologies in computing long-term returns. Using cumulative abnormal returns largely corroborates the results of DeBondt and Thaler (1985), while using holding period returns finds no evidence of overreaction. It is argued that the main results of the paper provide further evidence for weak form efficiency in the UK stock market.

Book excerpt: Purpose - The purpose of this paper is to assess the performance of a contrarian investment strategy focusing on frequently traded large-cap U.S. stocks. We address previous criticisms that losers' gains are not due to overreaction but due to their tendency to be thinly traded and smaller-sized firms than winners.Design/Methodology/Approach - We construct portfolios based on past performance and examine whether contrarian returns exist. We employ the Capital Asset Pricing Model (CAPM), Fama and French three-factor model and the Carhart's (1996) momentum portfolio to test whether excess returns are feasible in a contrarian strategy.Findings - The results show an asymmetric performance following portfolio formation. Whereas both, winners and losers portfolios, have gains during holding periods, losers outperform winners at all times, and with a differential of up to 29.2% thirty-six months after portfolio formation. Furthermore, the loser and the winner portfolios' alphas are significant, suggesting that the CAPM and the multifactor models are unable to explain return differentials between winners and losers. Our evidence supports two main conclusions. First, stock market overreaction still holds for a sample of large firms. Second, this is robust to the Fama and French (1993, 1996) three-factor model and Carhart (1997) momentum portfolio. Our findings emphasize the relevance of a contrarian strategy when rebalancing investment portfolios.Practical Implications - Portfolio managers can improve stock returns by selling past winners and buying previous loser large-cap U.S. stocks.Originality/Value - This paper is the first, to the authors' knowledge, to examine frequently traded large cap U.S. stocks in order to avoid infrequent trading and size concerns.

Book excerpt: This paper examines the short-term price reactions after one-day abnormal price changes on the Ukrainian stock market. The original method of abnormal returns calculation is examined. We find significant evidence of overreactions using the daily data over the period 2008-2012. Our analysis confirms the hypothesis that after an abnormal price movement the size of contrarian price movement is usually higher then after normal (typical) daily fluctuation. Comparing Ukrainian data with the figures from US stock market it is concluded that the Ukrainian stock market is less efficient which gives rise to opportunities for extra profits obtained from trading based on contrarian strategies. Based on results of the research we also recommend some rules of trading on short-term market overreactions.

Book excerpt: This paper offers out-of-sample evidence of subsequent short-term abnormal returns for stocks experiencing a price change of ten percent or more in either direction on the German stock market between 1988 and 2007. First, we find significant evidence of overreaction which is not exclusively concentrated in small-caps. Second, some well documented anomalies and stock characteristics seem to exhibit explanatory power. However, when controlling for size only a reversal effect can pervasively explain the abnormal 1-day stock market reaction to price shocks. Third, due to transaction costs and unpredictable market sentiment these anomalies can hardly be exploited. After all, our robust findings suggest no violation of the efficient market hypothesis.

Book excerpt: Even though the VIX index was intended to be a measure of future volatility of the stock market, researchers argue that in reality VIX measures the investor sentiment. Anecdotal evidence suggests that peaks in VIX coincide with stock market bottoms followed by rallies, yet so far there have been no scientific evidence confirming this casual observation. In this paper we perform an event study of abnormal stock market returns around peaks in VIX and discuss our findings within the framework of behavioral finance theory. First of all, we detect peaks in VIX using formal turning-point identification procedures and provide detailed descriptive statistics of periods of rising and falling VIX. The results of our event study reveal strong evidence of the presence of abnormal stock market returns around peaks in VIX. We argue that the pattern of abnormal returns can be attributed to investor overreaction to bad news with subsequent correction. To validate our conjecture, we test whether the abnormal returns around peaks in VIX satisfy the two properties of overreaction. We find that the results of these empirical tests are consistent with the overreaction hypothesis. To further confirm the idea that the VIX index reflects the investor sentiment, we test the predictions of behavioral finance theory which postulates that investor sentiment affects various types of stocks to different degrees. In agreement with the theoretical predictions, we find evidence that over the event window around a peak in VIX the prices of large and value stocks undergo a relatively small downward correction, while the prices of more speculative small and growth stocks are corrected down to a higher degree. Our additional tests suggest that these cross-sectional differences cannot be explained by a set of standard risk factors.
