Book excerpt: Stochastic dominance has been shown to be theoretically superior to mean variance (MV) analysis because it considers the entire return distribution and is based on minimally-restrictive assumptions regarding investor motives. This study uses stochastic dominance to examine whether adding internationally-based assets to a wholly-domestic portfolio generates diversification benefits. In contrast to previous MV findings, a New Zealand-only portfolio stochastically dominates four internationally-diversified portfolios across all periods considered. Similarly, the least internationally-diversified portfolio persistently dominates more diversified counterparts. Within-portfolio analysis supports the fundamental precept of finance theory showing that in the Asian Crisis period, the least risky/lowest return weighting schemes dominate those with a greater risk or higher return characteristic.

Book excerpt: This study aims to evaluate the effect of adding bitcoin in a diversified portfolio comprising traditional assets (bonds, European, Asian and international stock market indices) and alternative assets (gold and commodities) from an European investor point of view. Monthly data cover the period from August 2010 to March 2016. This period is divided into two sub-periods during the euro zone debt crisis and after the crisis. To do this, we will, first of all, apply the genetic algorithms method to optimize two types of portfolio with and without bitcoin for both subperiods. Next, we will compare the two optimal portfolios using the stochastic dominance approach during the two sub-periods. Genetic algorithms show that the weighting of bitcoin during the crisis is greater than that after the crisis, which proves that bitcoin has a safe haven value during unstable periods. The results of stochastic dominance show that during and after the crisis, the portfolio including bitcoin dominates the one without bitcoin according to the 2nd and 3rd order. This shows that risk-averse investors prefer to include bitcoin in their portfolios to maximize their expected utility.

Book excerpt: By incorporating both majorization theory and stochastic dominance theory, this paper presents a general theory and a unifying framework for determining the diversification preferences of risk-averse investors and conditions under which they would unanimously judge a particular asset to be superior. In particular, we develop a theory for comparing the preferences of different convex combinations of assets that characterize a portfolio to give higher expected utility by second-order stochastic dominance. Our findings also provide additional methodology for determining the second-order stochastic dominance efficient set.

The tests can be computed using straightforward linear programming. Bootstrapping techniques and asymptotic distribution theory can approximate the sampling properties of the test results and allow for statistical inference. Our results could provide a stimulus to the further proliferation of stochastic dominance for the problem of portfolio selection and evaluation (as well as other choice problems under uncertainty that involve diversification possibilities). An empirical application for US stock market data illustrates our approach.
