Book excerpt: Previous studies have reported mixed results with regard to the success of technical trading rules.Studies that provide positive evidence are [Brock et al (1992), Karjalainen (1994), Bessembinder et al (1995),Mills (1997), and Fernandez et al (1999)]. Studies rejecting the utility of technical trading rules are [Hudson et al (1996) or Allen et al (1999)]. A recent body of work has applied evolutionary algorithms to the design of trading rules [see Karjalainen (1994), Allen et al (1999), Fernandez et al (2001) and Nuntilde;ez (2002 for genetic alhorithms models]. The basic approach of these studies is to choose trading rules based on an genetic optmisation procedure using in-sample-data and then testing the performance of there rules in out-of-the-sample data. This paper tests whether the most popular technical rule-the moving average- generates profits in the Madrid Stock Exchange by utilizing genetic algorithms to optimise the rule in the in-sample period (May 1990-May 1995)and applying it to the out-sample period (May 1995-May 1996) over 25 stocks and indexes. We report the lack of utility, even before transaction costs, of this popular technical rule.

Within this realistic informational environment a moving average trading rule is able to detect possible regime shifts in the process of currently unobservable fundamentals. The argument that such trading rules are representative of trading practice is highly questionable. This thesis proposes two new moving average trading rules designed to capture trading practice. The first trading rule is the trade reduction rule and is based on the idea of allowing a trade to run. The second trading rule is the positive autocorrelation rule and is based on the idea of only trading if it is believed to be profitable to do so. The trading rules are tied to moving average trading via the buy/sell signal generating mechanism and alter the way the price crossover rule responds to the buy/sell signals. Simulations of portfolios of UK equities find that the trading rules uncover information that is missed by the price crossover rule and there is evidence that this information is financially exploitable. This motivates the argument that the information needed for trading to be economically viable is observable in the price. The trading rules also establish a link with the market microstructure literature. The trading rules uncover issues of informed trading (asymmetric information), liquidity, adverse selection and price impact. The strongest interpretation that can be applied to the trading rules in this context is that they are examples of informed trading. Compared to the price crossover rule, the trading rules are better able to extract meaning from or are better able to understand the same price information.

The suggested approach (presented in its 'long only' version) is a combination of cross-over 'buy' signals and a dynamic threshold value which acts as a dynamic trailing stop. The trading behavior and performance from this modified strategy is different from the standard approach with results showing that, on average, the proposed modification increases the cumulative return and the Sharpe ratio of the investor while exhibiting smaller maximum drawdown and smaller drawdown duration than the standard strategy.

We show how short sales change the trading rule which now acts as a dynamic trailing "stop-and-reverse", instead of a dynamic trailing stop as in the context of "long-only" trades. Then we empirically examine the performance of our modification in the context of a "long/short" trading approach and discuss the differentiation and implications in strategy performance. We compare both the modified version of our trading rule with the standard moving average approach and also compare the long/short approach with the long-only approach of the earlier paper.

Several tests are performed to demonstrate the robustness of these results over alternative trading mechnasims.
