Silicon Valley Bank (SVB), the 16th largest bank in the country, collapsed in a matter of days, followed by Signature Bank (SBNY) and First Republic Bank (FRB), marking the largest bank failures after Washington Mutual Bank in 2008. Triggered by sizable deposit outflows, this event raised concerns about the soundness of the rest of the US banking sector, in particular, other banks of similar or smaller size with large amounts of uninsured deposits, unrealized losses, and commercial real estate exposures. The March turmoil is a powerful reminder of the challenges posed by the interaction between tighter monetary and financial conditions and the buildup in vulnerabilities—challenges amplified by ineffective interest, liquidity, and credit risk management practices at some banks. This note offers an analysis of the main attributes of the affected banks to assess the extent to which vulnerabilities persist in a weak tail of banks . In the wake of higher interest rates, uninsured depositors of these banks had lost confidence in their business model of taking in deposits and investing the proceeds in long-term securities to generate a term-spread carry. Many other banks, some smaller and some bigger replicas of these three banks, experienced slower depositor runs or are still experiencing deposit outflows. Will depositor outflows from smaller and regional banks stop anytime soon? Is there regulatory and supervisory capacity to deal with a large number of bank failures were they to materialize? Will regulators respond with alacrity and raise confidence in bank solvency and liquidity, or will they kick the can down the road? Can banks deal with the added complication in the form of a tsunami of impending commercial real estate losses, perhaps even auto loan and credit card delinquencies, as a likely economic recession finally arrives? Or will there be a credit crunch, some bad zombie loans, and a disappointing recovery? This book, with interdisciplinary contributions from several faculty members at the New York University Stern School of Business (NYU Stern) and several non-NYU colleagues, attempts to provide a balanced diagnosis and organizing framework to understand the banking stress of 2023 (Chapters 1-5), as well as a collection of policy proposals to ensure financial resilience in its wake (Chapters 6-10). The book concludes that (i) a reasonable working model to understand the ongoing banking stress must triangulate a comprehensive understanding of three aspects -- namely, economics, regulation, and accounting -- in the present context, of interest-rate risk management by banks; and that, (ii) sound banking sector policy in response to this stress should aim to remain adaptive, nuanced and robust, in particular by recognizing the inevitable risk that risks stressing the banking sector keep changing over time.

The fact that it happened shortly after the collapse of California's Silicon Valley Bank (SVB) has sent jitters over the possibility that another global financial crisis similar to the Great Recession (2008) may occur. It is explained here that the crisis of Credit Suisse has a much longer history. But the co-occurrence of the two sets of misfortunes reverberated fear and panic throughout the investor world; the collapse of Signature and SVB was perceived as signaling the spread of the failure contagion from smaller to larger banks. This indicates the power of perception in decision-making by economic agents. It is explained here that the swift actions taken to contain the crisis will most likely limit the spread of the contagion. However, central banks must exercise more care in raising interest rates to limit crowding out effects on banks. Banks must henceforth take their GRC metrics more seriously. In the US, banks locally exposed to its root causes -- the rise in household wealth inequality and higher savings by intangible-intensive firms -- massively increased deposits since 2000, leading to an unprecedented deposit-to-GDP ratio and to a large increase in uninsured deposits. To causally identify an impact of the saving glut on financial instability, I rely on the unexpected failure of Silicon Valley Bank in March 2023: other US banks with higher local exposure to either wealth inequality or intangible-intensive firms experienced significantly larger drops in stock prices.

Book excerpt: This paper analyzes the contagion effects associated with the failure of Silicon Valley Bank (SVB) and identifies bank-specific vulnerabilities contributing to the subsequent declines in banks' stock returns. We find that uninsured deposits, unrealized losses in held-to-maturity securities, bank size, and cash holdings had a significant impact, while better-quality assets or holdings of liquid securities did not help mitigate the negative spillovers. Interestingly, banks whose stocks performed worse post SVB also had lower returns in the previous year following Federal Reserve interest rate hikes. The stock market partially anticipated risks associated with uninsured deposit reliance, but did not price in unrealized losses due to interest rate hikes nor risks linked to bank size. While mid-sized banks experienced particular stress immediately after the SVB failure, over time negative spillovers became widespread except for the largest banks.

Advanced economies are expected to see an especially pronounced growth slowdown, from 2.7 percent in 2022 to 1.3 percent in 2023. In a plausible alternative scenario with further financial sector stress, global growth declines to about 2.5 percent in 2023 with advanced economy growth falling below 1 percent. Global headline inflation in the baseline is set to fall from 8.7 percent in 2022 to 7.0 percent in 2023 on the back of lower commodity prices but underlying (core) inflation is likely to decline more slowly. Inflation’s return to target is unlikely before 2025 in most cases.
