Book excerpt: In this paper, I study a principal-multiagent model in which the principal adopts relative performance evaluation (RPE) as the compensation scheme, and agents are connected in an information network. The ability of each agent is private information, but adjacent agents in the information network can observe each other's ability. Given RPE as the compensation scheme, and assuming that each agent is identical ex ante, the effect of adding links among agents on the effort level is ambiguous, and is determined by the second-(complementarity) and third-order (“risk” attitude) cross-partial derivatives of the compensation function. Complete information networks may not be optimal for maximizing the performance of the organization, whereas empty networks can be optimal in some cases.

Book excerpt: Measured individual performance often depends on random factors which also affect the performances of other workers in the same firm, industry, or market. In these cases, relative performance evaluation (RPE) can provide incentives while partially insulating workers from the common uncertainty. Basing pay on relative performance, however, generates incentives to sabotage the measured performance of co-workers, to collude with co-workers and shirk, and to apply for jobs with inept co-workers. RPE contracts also are less desirable when the output of co-workers is expensive to measure or in the presence of production externalities, as in the case of team production. The purpose of this paper is to review the benefits and costs of RPE and to test for the presence of RPE in one occupation where the benefits plausibly exceed the costs: chief executive officers (CEOs). In contrast to previous research, our empirical evidence strongly supports the RPE hypothesis-CEO pay revisions and retention probabilities are positively and significantly related to firm performance, but are negatively and significantly related to industry and market performance, ceteris paribus. Our results also suggest that CEO performance is more likely to be evaluated relative to aggregate market movements than relative to industry movements.

As increasing ownership concentration has caused companies to focus more attention on shareholders, corporate political agendas have shifted from fighting government regulation to resisting shareholder intrusion. This book will be important reading for managers, economists, lawyers, financial analysts, and all observers of American business.

Book excerpt: Extant research suggests relative performance evaluation increases performance in single-period settings. The principal mechanism for this increase is relative performance evaluation's ability to reduce exposure to common risks. However, I predict that in multi-period settings this reduction in exposure to common risks will not increase performance. In a laboratory experiment, I isolate the performance effects of reducing common risks and find that the benefits do not persist in multi-period settings. This occurs because individuals who fail in the current period attribute that failure to reasons they believe are more likely to affect future periods. Thus, they lower their expectancy. Expectancy's positive correlation with future period effort and performance means that future period performance does not increase for individuals who fail in the current period. These findings suggest that we focus attempts to improve the multi-period performance effectiveness of relative performance evaluation on its other benefits.

Book excerpt: We conduct a laboratory experiment to examine whether the provision of detailed relative performance information (i.e., information about the specific performance levels of peers) affects employee performance. We also investigate how - if at all - explicit ranking of performance levels affects how employees respond to relative performance information. Our hypotheses are developed based on insights about social comparisons and status incentives from the psychology and behavioral economics literature. The results of the experiment show that the provision of relative performance information increases employee performance, yet we find no additional effects of rank ordering. Specifically, average performance levels are similar in conditions in which relative performance figures are presented in random order, in best-to-worst order and in worst-to-best order.
