Book excerpt: Recent corporate scandals have raised considerable concern among regulators and stock market participants about related party transactions (RPTs), prompting Sarbanes-Oxley (SOX) to prohibit personal loans to executives and non-executive board members. In a representative sample of companies for a period that predates SOX, we find RPTs are wide spread and involve equally executives and non-executive board members; additionally, the proportion of related party loans is smaller than other non-loan related party transactions such as purchases or direct services. When we examine the relationship between RPTs and the extant literature's corporate governance mechanisms (such as board characteristics, CEO pay-performance sensitivity, and outside monitors), we generally find weaker corporate governance mechanisms associated with more and higher dollar amounts of RPTs. We also find that industry-adjusted returns are negatively associated with RPTs. On further examination of loans versus other types of RPTs not considered in SOX, we find a negative relationship between industry-adjusted returns and the number and dollar amount of loans to executives and non-executive directors, and a similar relationship between the number of other types of RPTs with non-executive directors. In summary, our results provide support for the view of RPTs as conflicts of interest between managers/board members and their shareholders, in contrast with the view of RPTs as efficient transactions.

A sample of 160 non-financial firms are used for the analysis that has reported related party transactions in their annual reports for the sample period 2006 to 2012. The empirical results of different regression models suggested that board independence, blockholdings and institutional ownership play a vital role in the internal governance mechanism. While associated firm ownership, CEO-duality and managerial ownership act as agents that expropriate minor shareholders wealth through related party transactions. Moreover, banking loan, multiple banks in relation and audit quality act as external governance agents and can mitigate the conflict of interest between the minor and major shareholders. These agents may lessen the expropriation through related party transactions by major shareholders, there by securing the interest of minor shareholders.

Book excerpt: Given the fact that related party transaction (RPT) exists, the present study aims to enquire whether and how different types of governance structure will affect the impact of RPT upon corporate performance. We find that, companies with unitary leadership and companies with over 40% divergence between controlling rights and cash flow rights, RPT creates a negative impact on performance. Among companies with internalized supervisors, we find that those with a unitary leadership have a poorer performance than those with a dual leadership, and those with an over 40% divergence between controlling rights and cash flow rights report a poorer performance than those with a below 40% divergence. In contrast, the companies with non-internalized supervisors do not exhibit a significant difference in business performance even though they differ in governance. The difference in performance is explained by the fact that a company's monitoring mechanism is crippled by internalized of supervisors, thus allowing more leeway for RPT tunneling.

Book excerpt: Regarding the dual effect of related party transactions (RPTs), it is difficult to prescribe such transactions are beneficial or detrimental to the firm performance. However, disclosure of RPTs can provide stakeholders with necessary information to either discipline firms that engage in RPTs or take precautions against them. In effect, information asymmetry between related parties who involved in RPTs and other stakeholders is the main issue in these transactions. On the other hand, an important role of corporate governance (CG) is monitoring financial information disclosure as a means to relieve this information asymmetry. However, the theoretical literature in RPTs over the last decades has not given considerable attention to the relationship between CG and disclosure of RPTs. Therefore, the objective of this study is to explore the perceptions of experts on the relationship between CG and disclosure of RPTs. A Delphi method is adopted, drawing on semi-structured interviews with four experts to obtain a consensus on the opinion of experts. Analyzing of interviewees' response suggests that these transactions can be done under the supervision of CG mechanisms to make more benefit for the firm. Furthermore, CG requires managers to make an appropriate disclosure of RPTs to help investors making their own judgments, whether the RPTs are value enhancing or value destroying. Interestingly, this study points that regulators and researchers should consider the diverse nature of relationships between company and its related parties in different countries because of cultural or social characteristics. In addition, the evidence indicates that the interviewees placed a great importance on the factors such as the competency, knowledge, and political agenda of management, ethic of CEO and psychological attributes of the top managers in CG.

There is no study that considers Related Party Transactions as motivation to tunnel and prop up the firms. This direct method approach of Tunneling and Propping is the focus of this chapter. Here, we estimate the value effect of Related Party Transactions on firm performance. The role of corporate governance mechanism is included in RPTs-performance relationship. The moderating role of corporate governance is included to study.The result suggests that large firms have the high amount of Related Party Transactions with Tunneling effect and the market penalizes them. Corporate governance mechanism plays a deterring role in Tunneling. Finally, when controlling owner has institution-driven motivations other than business transactions, the relationship between Tunneling and Propping is found to exist.

Unfortunately, the corporate reality is far from an ideal world that is innocent of market abuse and corporate fraud. It remains necessary to protect minority shareholders from the wrongdoings of majority shareholders and to protect all shareholders from opportunistic managerial behaviour. This timely book – the first on the subject since implementation of the European Union’s (EU’s) revised Shareholders’ Rights Directive – provides in-depth analysis of how and to what extent RPTs are covered by existing legal requirements on capital protection and corporate group regulation, highlighting experiences and strategies adopted in Germany, Poland, and the Netherlands as examples for Eastern European countries and in particular Ukraine.
