Book excerpt: "Large and sustained differences in economic performance across regions of developing countries have long provided motivation for fiscal incentives designed to encourage firm entry in lagging areas. But empirical evidence in support of these policies has been weak at best. The authors undertake a direct evaluation of the most prominent fiscal incentive policy in Brazil, the Fundos Constitucionais de Financiamento (Constitutional Funds). In doing so, they exploit valuable features of the Brazilian Ministry of Labor's RAIS data set to address two important elements of firm location decisions that have the potential to bias an assessment of the funds: (1) firm "family structure" (in particular, proximity to headquarters for vertically integrated firms), and (2) unobserved spatial heterogeneity (with the potential to confound the effects of the funds). The authors find that the pull of firm headquarters is very strong relative to the constitutional funds for vertically integrated firms, but that, with nonparametric controls for time invariant spatial heterogeneity, the funds provide significant incentives for firms in many of the targeted industries. What are the roles of public infrastructure investments and fiscal incentives in influencing the location and performance of industrial activity? To examine these questions, Lall, Funderburg, and Yepes estimate a spatial profit function for industrial activity in Brazil that explicitly incorporates infrastructure improvements and fiscal incentives in the cost structure of individual firms. The authors use firm level data from the 2001 annual industrial survey along with spatially disaggregated regional data and find that there are considerable cost savings from being located in areas with relatively lower transport costs to reach large markets. In comparison, fiscal incentives, such as tax expenditures, have modest effects in terms of influencing firm level costs. Although the results suggest that firms benefit from being in locations with good access to markets, the authors do not suggest that improving interregional connectivity would necessarily assist lagging regions. In the short run, improving interregional connectivity implicitly reduces a natural tariff barrier so firms currently serving large markets and benefiting from economies of scale can more easily expand into new markets in competition with local producers. Therefore, producers in the leading regions can crowd out local producers, which would be detrimental for local production and employment in the lagging region. This paper--a product of Infrastructure and Environment, Development Research Group--is part of a larger effort in the group to examine the impacts of spatial policy interventions on the performance of economic activity.

Ever since the Industrial Revolution of the late-eighteenth and early-nineteenth centuries, industrialization has been the key to modern economic growth. The fact that modern industry originated in Britain, and spread initially to north-western Europe and North America, implied a dramatic divergence in living standards between the industrial North (or West) and a non-industrial, or even de-industrializing, South (or Rest). This nineteenth-century divergence, which had profound economic, military, and geopolitical implications, has been studied in great detail by many economists and historians. Today, this divergence between the West and the Rest is visibly unraveling, as economies in Asia, Latin America and even sub-Saharan Africa converge on the rich economies of Europe and North America. This phenomenon, which is set to define the twenty-first century, both economically and politically, has also been the subject of a considerable amount of research. Less appreciated, however, are the deep historical roots of this convergence process, and in particular of the spread of modern industry to the global periphery. This volume fills this gap by providing a systematic, comparative, historical account of the spread of modern manufacturing beyond its traditional heartland, to Southern and Eastern Europe, the Middle East, Asia, Africa, and Latin America, or what we call the poor periphery. It identifies the timing of this convergence, finding that this was fastest in the interwar and post-World War II years, not the more recent miracle growth years. It also identifies which driving forces were common to all periphery countries, and which were not.
