Book excerpt: We present a new formalism for option pricing that does not require an assumption on the stochastic process of the underlying asset price and yet produces remarkably accurate results versus the market. The new formalism applies for general Markovian stochastic behavior including continuous and discontinuous (jump) processes and in its broadest scheme contains all known models for Markovian option pricing and some new ones. The method is based on obtaining the risk neutral density function that satisfies a consistency condition, guaranteeing no arbitrage. For example, we show that when the underlying asset undergoes a continuous stochastic process with deterministic time dependent standard deviation the formalism produces the Black-Scholes-Merton formula without using a Wiener process. We show that in the general case the price of European options depends only on all the moments of the price return of the underlying asset. We offer a method to calculate the prices of European options when the volatility smile at maturity is independent of the term structure prior to the maturity, as observed in options markets. In the continuous case where only moments up to second order contribute to the price then any set of three option prices with the same maturity contains the information to determine the whole volatility smile for this maturity. In all the many examples we examined our method generates option prices that match the option markets prices very accurately in all asset classes. This confirms that the options market exhibits no-arbitrage. Moreover, using bootstrapping we demonstrate how to determine the conditional density function from inception to maturity, thus allowing the calculation of path dependent options. The new formalism also allows for the replication of 'W-shape' volatility smile that infrequently appears in some equity markets.

Scholes, stochastic processes have assumed an increasingly important role in the development of the mathematical theory of finance. This work examines, in some detail, that part of stochastic finance pertaining to option pricing theory. Thus the exposition is confined to areas of stochastic finance that are relevant to the theory, omitting such topics as futures and term-structure. This self-contained work begins with five introductory chapters on stochastic analysis, making it accessible to readers with little or no prior knowledge of stochastic processes or stochastic analysis. These chapters cover the essentials of Ito's theory of stochastic integration, integration with respect to semimartingales, Girsanov's Theorem, and a brief introduction to stochastic differential equations. Subsequent chapters treat more specialized topics, including option pricing in discrete time, continuous time trading, arbitrage, complete markets, European options (Black and Scholes Theory), American options, Russian options, discrete approximations, and asset pricing with stochastic volatility. In several chapters, new results are presented. A unique feature of the book is its emphasis on arbitrage, in particular, the relationship between arbitrage and equivalent martingale measures (EMM), and the derivation of necessary and sufficient conditions for no arbitrage (NA). {\it Introduction to Option Pricing Theory} is intended for students and researchers in statistics, applied mathematics, business, or economics, who have a background in measure theory and have completed probability theory at the intermediate level. The work lends itself to self-study, as well as to a one-semester course at the graduate level.

Book excerpt: In this paper, we study the problem of European Option Pricing in a market with short-selling constraints and transaction costs having a very general form. We consider two types of proportional costs and a strictly positive fixed cost. We study the problem within the framework of the theory of stochastic impulse control. We show that determining the price of a European option involves calculating the value functions of two stochastic impulse control problems. We obtain explicit expressions for the quasi-variational inequalities satisfied by the value functions and derive the solution in the case where the parameters of the price processes are constants and the investor's utility function is linear. We use this result to obtain a price for a call option on the stock and prove that this price is a nontrivial lower bound on the hedging price of the call option in the presence of general transaction costs and short-selling constraints. We then consider the situation where the investor's utility function has a general form and characterize the value function as the pointwise limit of an increasing sequence of solutions to associated optimal stopping problems. We thereby devise a numerical procedure to calculate the option price in this general setting and implement the procedure to calculate the option price for the class of exponential utility functions. Finally, we carry out a qualitative investigation of the option prices for exponential and linear-power utility functions.

However, the underlying asset price varies significantly during the life-time option. It is therefore difficult to predict the future option position.In order to make options' markets more liquid, the paper proposes to replace all options into At-the-Money (ATM) ones by resetting the strike price X to the asset price at pre-specified time point t, before maturity time T. Strike price is locked in at the then underlying asset price S_t regardless whether it is above or below S_t. The reset condition is in exchange for deposit in the Clearing House. The idea is to provide a general valuation of reset option of Gray and Whaley (1999) in which reset condition does not depend on the relation between the strike price and the underlying asset price. The contribution of this paper is double. First, it shows that our general model option, under specific conditions, can be generalized to the most common ones like for example Black-Scholes-Merton, forward-start and strike reset pricing formulae, etc.Second, in line with Haug and Haug (2001), we use the CRR binominal approach (Cox et al., 1979) and an estimation program of the cumulative bivariate normal distribution to provide closed-form solution for the pricing of the generalized European reset option.

A quasi-closed form pricing equation in terms of artificial probabilities is derived for arbitrary payoff structures. Moreover, a comparison between continuous and discrete models is presented, highlighting the major similarities and key differences. As applications, two sources of market incompleteness are considered, namely stochastic volatility and stochastic liquidity. Firstly, the general theory discussed before is applied to the pricing of power options in a stochastic volatility model. Secondly, the issue of liquidity risk is considered by focusing on the aspect of how asset price dynamics are affected by the trading strategy of a large investor.

We first discuss option pricing with idiosyncratic stochastic volatility. This leads, of course, to an averaged Black-Scholes price formula. Our proof of this result uses a new formalization of idiosyncrasy which encapsulates other definitions in the literature. Our method of proof is subsequently generalized to other forms of incompleteness and systematic (i.e. non-idiosyncratic) information. Generally this leads to an option pricing formula which can be expressed as the average of a complete markets formula.

The advantage of the proposed model is its simplicity, whereby the price of the European option is expressed in terms of the Black-Scholes type formulas.

Typically, when the underlying asset dynamics is not specified, the martingale probability measure is unknown. Given a consensus on the actual distribution of the underlying price at maturity, we derive an upper bound on the call option price by putting two kind of restrictions on the pricing probability measure.First, we put a restriction on the second risk-neutral moment of the underlying asset terminal value. Second, from equilibrium pricing arguments one can put a monotonicity restriction on the Radon-Nikodym density of the pricing probability with respect to the true probability measure. This density is restricted to be a nonincreasing function of the underlying price at maturity. The bound appears then as the solution of a constrained optimization problem and we adopt a duality approach to solve it.We obtain a weak sufficient condition for strong duality and existence for the dual problem to hold, for options defined by general payoff functions. Explicit bounds are provided for the call option. Finally, we provide a numerical example.

We obtain a closed-form pricing formula for European options by employing a generalized Hermite expansion for the risk-neutral density. The main advantage of the generalized expansion is that it can be applied to heavy-tailed return distributions, a case for which the standard Edgeworth expansions are not suitable. We also show how the expansion coefficients can be inferred directly from market option prices.
