It explains intergovernmental grants, their objectives, history and impact on economy. According to Musgrave (1939), the public economy is comprised of three functions; stabilization, distribution and allocation. Accordingly, the government should be able to stabilize prices, avoiding excessive inflation and has to ensure full employment. Secondly, the government should see that the resources are allocated efficiently and finally the governments should also ensure socially accepted wealth levels and market access are maintained, if not maintained the wealth has to be redistributed. Apparently by doing this governments can and have to stabilize employment levels, prices, and economic growth.

Book excerpt: We evaluate the impact of political forces in the allocation of intergovernmental grants in Portugal, as it matured from a young to an established democracy. Using a large and unexplored dataset we show that political variables condition the granting system, and that their importance changed over time. While tactical manipulation in the distribution of grants among municipalities seems to exist only in the early years of democracy, opportunistic effects are stronger in the latter years. We argue that the latter effect is due to a change in the political environment and to the electorate's lack of information on intergovernmental grants.

Book excerpt: We use a large and unexplored dataset covering all mainland Portuguese municipalities from 1979 to 2002 to evaluate the impact of political forces in the allocation of grants from the central government to local authorities. Empirical results clearly show that, besides variables that proxy local populations' needs and the macroeconomic situation of the country, political variables condition the granting system: (1) grants increase in municipal and legislative election years; (2) the larger the number of years a mayor has been in office, the larger the amount of funds transferred to his/her municipality. These effects are particularly strong for grants that are not formula-determined.

Observation of the first and second generation of the fiscal federalism literature together with the political economy of intergovernmental grants and the widening literature on political budget cycles makes it obvious that although decentralization is a continuing policy trend in reality there are institutional, political factors that can increase the chances for inefficient policy outcomes. Infrastructure investment finances - at all levels of government - are especially prone to election cycles and corruption, due to high visibility, high expenditures, lobbying by special interests, possible control by politicians, yet they strongly effect long run growth prospects and productivity of a country. As a major political influencing factor affecting public finance decisions can come through the incentives of election cycles, this analysis finds evidence of electoral cycle effects and partisan (political color) considerations in intergovernmental grant distribution and in municipal investment activities - for the case of Hungary.

Block grants have surprisingly large positive effects on public expenditures. Researchers have attributed this “flypaper effect” to imperfect information (fiscal illusion), bureaucratic self-interest (Leviathan motives), and flawed econometrics. In this paper, a three-sector, computable general equilibrium model of a local economy is used to explore the effects of block grants and matching grants. The paper demonstrates that without fiscal illusion or unresponsive bureaucrats, these grants can have large spending consequences. Fiscal adjustments, mobility, and capitalization effects explain the leveraged impact of intergovernmental grants.
