Book excerpt: This paper examines how retail petrol prices in seven Australia's capital cities respond to changes in wholesale prices (measured by the terminal gate price (TPG) in each capital city) using dynamic panel cointegration analysis and an asymmetric error correction model. Our results show that in the long term, retail petrol prices in Australia are cointegrated with the terminal gate price. Overall, we find no evidence of excessive retail fuel price increases relative to price decreases on average across the seven capital cities under investigation. However, our findings indicate extensive heterogeneity in the equilibrium adjustment of retail prices to changes in TPGs across the seven locations. The slowest adjustment occurs in Darwin which also boasts the highest retail and wholesale prices and highest retail margins. Prima facie evidence suggests that in the short-run retail prices are faster to go up rather than down in response to changes in TGPs in Brisbane and to a lesser extent in Hobart, a pattern consistent with the 'rockets and feathers' phenomenon.
