The papers in this volume cover such issues as the interaction of pension-funding decisions and corporate finances; the role of pensions in providing adequate and secure retirement income, including the integration of pension plans with social security and significant drops in the U.S. saving rate; and the incentive effects of pension plans on labor market behavior and the implications of plans on labor market behavior and the implications of plans for different demographic groups. Book excerpt: Pursuant to a congressional request, GAO reviewed the Pension Benefit Guaranty Corporation's (PBGC) pension plans and its vulnerability to unfunded liabilities, focusing on: (1) factors which cause hidden liabilities; (2) the impact on recent claims against the pension insurance program; and (3) PBGC ability to control these factors. GAO found that: (1) PBGC exposure to private pension unfunded liability claims totalled $2.7 billion, which included $990 million in hidden liabilities; (2) when pension plans terminated with insufficient assets, PBGC frequently absorbed unfunded liabilities which were considerably greater than the plan reported; (3) 81 percent of the hidden liabilities increased because of pension plan liabilities and decreases in pension plan assets; (4) differing actuarial assumptions including interest rates, mortality rates, and retirement age accounted for 31 percent of discrepancies between the reported plan liabilities and PBGC calculations; (5) reasons for reductions in pension plan assets included lump sum payments, annuity purchases, unpaid contributions, market losses, inappropriate asset use, and asset overvaluation; (6) 25 percent of PBGC liability resulted from company pension plan shutdown benefits; (7) PBGC has few tools to control its exposure to unfunded liabilities, since PBGC guarantees worker pensions without regard to the amount of unfunded liability; (8) PBGC inability to restrict claims has created an institutional moral hazard for plan sponsors by giving them incentives to shift their liabilities onto PBGC; and (9) tools which could assist in controlling hidden liabilities could impose additional costs on plan participants, plan sponsors, and the government.

GAO noted that: (1) the current threat to PBGC comes from a few seriously underfunded plans in industries experiencing financial troubles; (2) it is difficult to estimate future PBGC liabilities because of difficulties in predicting if or when underfunded plans will terminate and what a plan's financial position might be at termination; (3) bankruptcy court decisions on PBGC recovery claims and proposed legislation to extend coverage to new beneficiaries raise the prospect of increased obligations for PBGC to pay in the future; and (4) PBGC should have sufficient assets to cover its benefit payments. GAO also noted that, to lessen the size or impact of future claims, Congress could: (1) reduce the level of benefit currently afforded plan participants; (2) strengthen pension funding requirements for underfunded plans again to increase pressure on plan sponsors to honor their pension promises; (3) raise premium; and (4) clarify the law to give PBGC claims a better standing in bankruptcy courts.

Book excerpt: This paper examines the economic rationale for, historical experience of, and current pressures facing the Pension Benefit Guaranty Corporation (PBGC). The PBGC is the government entity which partially insures participants in private-sector defined benefit pension plans against the loss of pension benefits in the event that the plan sponsor experiences financial distress and has an under-funded pension plan. The paper discusses three major flaws of the PBGC, namely, that the PBGC has: 1) failed to properly price insurance and thus encouraged excessive risk-taking by plan sponsors; 2) failed to promote adequate funding of pension obligations; and 3) failed to promote sufficient information disclosure to market participants. The paper then discusses potential ways to reform the PBGC so that it operates more in concert with basic economic principles.
