Book excerpt: The objective of the study is to find an optimal inventory distribution in a retail three-echelon environment, consisting of a supplier, a DC, and stores. An inventory model is built by replicating the echelons' periodic, order-up-to-level policies with all echelons' transactions integrated. Network carrying cost is set as an objective function, while the store target service level and the store's minimum order-up-to-levels are set as constraints. A heuristic approach, that combines the optimization and simulation methods, is used to find the optimal inventory distribution. The results show that the optimal network carrying cost can be achieved by having low inventory and low service level at the DC. In addition, the impact of the echelons' deviations from the optimal policies as well as the impact of the upstream echelon's service disruptions on the other echelons confirms the interrelation between the echelons in the network. The analyses also illustrate that high target service level can be accomplished by keeping high inventory at the stores and the DC.

Extending the Clark and Scarf (1960) model to include installations with production capacity limits, we demonstrate that a modified echelon base-stock policy is optimal in a two-stage system when there is a smaller capacity at the downstream facility. This is shown by decomposing the dynamic programming value function into value functions dependent upon individual echelon stock variables. We show that the optimal structure holds for both stationary and nonstationary stochastic customer demand. Finite-horizon and infinite-horizon results are included under discounted-cost and average-cost criteria.

Finally we analyze an assembly system with stochastic leadtimes. We show that the problem can be decomposed into a series of subproblems, each with a single kit of parts. This enhances our understanding about optimal policies in this setting and we develop a relatively efficient algorithm for the computation of optimal policies.

The dual-balancing policy can be modified in several ways to get other cost balancing policies. It has been proven that the dual-balancing policy has a worst-case guarantee of 2 but this does not indicate the empirical performance. An approximately optimal policy is considered as the benchmark to test the quality of the cost balancing policies. In the computational experiments, the dual-balancing policy shows an average error of 7.74% compared to the approximately optimal policy, much better than the theoretical worst-case guarantee. The three variants of cost balancing policies have made significant improvement on the performance of the dual-balancing policy. The accuracy of the dual-balancing policy is also affected by the system parameters. In addition, with high demand rate and long lead times, we have observed several scenarios when the cost balancing policies dominate the approximately optimal policy.

The paper presents a model for finding the optimal design of such systems. Given the maximum number of facilities under consideration and their possible locations, the problem is to determine which facilities to include in the system and which products to stock at each in order to minimize the cost of the system. Demand for the products may be deterministic or stochastic. To use the model it is necessary to know the optimal inventory policies for the multi-echelon systems under consideration, however, an important feature of this work is that any multi-echelon model may be used in tandem with this design model. Included is an example to illustrate the model and the two points which are the basis for its formulation: first, there is generally no single design which is best for all products; second, the design which is optimal for a given product is not necessarily the best design to use when trying to minimize the cost of the entire system. At the beginning of a period each facility may order stock from an exogenous source with no delivery lag and proportional ordering costs. During the period the (random) demands at the facilities are satisfied according to a given supply policy that determines to what extent stock may be redistributed from facilities with excess stock to those experiencing shortages. There are storage, shortage, and transportation costs. An ordering policy that minimizes expected costs is sought. If the initial stock is sufficiently small and certain other conditions are fulfilled, it is optimal to order up to a certain base stock level at each facility. The special supply policy in which each facility except facility 1 passes its shortages on to a given lower numbered facility called its direct supplier is examined in some detail. Bounds on the base stock levels are obtained. It is also shown that if the demand distribution at facility j is stochastically smaller ('spread' less) than that at another facility k having the same direct supplier and if certain other conditions are fulfilled, then the optimal base stock level ('virtual' stock out probability) at j is less than (greater than) or equal to that at facility k.
