Book excerpt: This book analyses the interaction of monetary and fiscal policies in the Economic and Monetary Union in order to determine whether any form of cooperation between policymakers is welfare enhancing and can be sustained. The strategic relationship between policymakers in the EMU is analysed within the framework of a general equilibrium model with price rigidities. In this model, fiscal policy is assumed to have positive demand spillovers and the assumption of nominal rigidities, together with that of rational expectations, creates a problem of time- inconsistency involving the formulation of optimal policy decisions. This analysis shows that the coordination of fiscal policies among countries can be counterproductive, in particular when policymakers lack the credibility to pursue optimal policies. The implications of uncertainty on the strategic interaction of macroeconomic policies are also examined. Uncertainty is modelled by introducing the possibility of stochastic productivity shocks. It is concluded that, under some circumstances, uncertainty can make central banks more effective in the implementation of monetary policy.

In this lecture, I discuss some of these questions and the answers that a new class of models - new neoclassical synthesis (NNS) models - is currently giving to them. I will argue that the new questions expose some weaknesses in current NNS modeling; in particular, the models do not seem to explain the positive correlation between national inflation and growth differentials that has been observed in the European data. I also review some recent work that has been done on policy coordination within a currency union.

By adopting the concept of symbiosis as a starting point, the paper highlights the importance of uncertainty, policy makers' preferences and targets. Then, the role of commitment to policy rules and coordination is addressed. The analysis also focuses on the importance of the data considered for the generation of the policy mix. As a final step, the paper discusses the main results in the literature on public debt management in a monetary union. All the reported theoretical results are then adopted to retrieve policy and institutional implications for the European Monetary Union.

Yet ten years ago a number of European countries did exactly that when they adopted the euro. Despite some dissent, there were a number of arguments in favor of this policy change: it would facilitate exchange of goods, money, and people by decreasing costs; it would increase trade; and it would enhance efficiency and competitiveness at the international level. A decade is an ideal time frame over which to evaluate the success of the euro and whether it has lived up to expectations. To that aim, Europe and the Euro looks at a number of important issues, including the effects of the euro on reform of goods and labor markets; its influence on business cycles and trade among members; and whether the single currency has induced convergence or divergence in the economic performance of member countries. While adoption of the euro may not have met the expectations of its most optimistic proponents, the benefits have been many, and there is reason to believe that the euro is robust enough to survive recent economic shocks. In order to bring together thirty very different European states and their citizens, the EU will have to offer more scope for variation. Unlike the existing differentiation by means of opt-outs and deviations, variation is not a concession intended to resolve impasses in negotiations; it is, rather, a different structuring principle. It takes differences in needs and in democratically supported convictions seriously. A common core remains necessary, specifically concerning the basic principles of democracy, rule of law, fundamental rights and freedoms, and the common market. By taking this approach, the authors remove the pressure to embrace uniformity from the debate about the EU’s future. The book discusses forms of variation that fall both within and outside the current framework of European Union Treaties. The scope for these variations is mapped out in three domains: the internal market; the euro; and asylum, migration and border control.
