We broadly survey economic developments and pay particular attention to monetary policy. The data suggests that the Central Bank of Turkey was a strong inflation targeter early in this period but began to pay less attention to inflation after 2009. Loss of the strong nominal anchor is visible in the break we estimate in Taylor-type rules as well as in asset prices. We also argue that recent discrete jumps in Turkish asset prices, especially the exchange value of the lira, are due more to domestic factors. In the post-2009 period the Central Bank was able to stabilize expectations and asset prices when it chose to do so, but this was the exception rather than the rule.

Book excerpt: Turkey is an interesting case study because it was one of the hardest hit emerging economies by the global financial crisis, with a year-over-year contraction of 15 percent during the first quarter of 2009. At the same time, anticipating the fallout from the crisis, the Central Bank of the Republic of Turkey (CBRT) decreased policy rates by an astounding 1025 basis points over the November 2008 to November 2009 period. In this context, this paper addresses the following broad question: If an inflation targeting framework underpinned by a flexible exchange rate regime was not adopted, how much deeper would the recent recession have been? Counterfactual experiments based on an estimated structural model provide quantitative evidence which suggests that the recession would have been substantially more severe. In other words, the interest rate cuts implemented by the CBRT and exchange rate flexibility both helped substantially soften the impact of the global financial crisis.

Book excerpt: The central argument of this book is that while central bank independence can contribute to stabilization, inflation-targeting monetary policy is quite powerless in promoting economic development. The basic message is simple: Policy makers should not strive to achieve price stability at any cost, as stability in product markets does not necessarily translate into economic development. The recent experience of Turkey is illuminating and other developing countries, in particular those using inflation targeting monetary policy framework, can draw useful lessons from this experience. Early chapters summarize the deregulation process from 1980 to 2001. The Turkish Central Bank is placed at the center of the analysis as monetary policies have a significant impact both on stability and development. Although the 1994 and 2001 financial crises have been extensively studied elsewhere, they are nevertheless summarized to underscore the importance of central bank independence. Later chapters investigate the impact of an independent central bank on stabilization and development from 2001 onwards. Upon visiting the Turkish Central Bank's website, readers are greeted with the following statement: "The primary objective of the Bank is to achieve and maintain price stability." By the end of this book the reader should be able to assess the relative merits of a monetary policy that focuses on price stability, versus an alternative where price stability is accompanied by other objectives targeting development, for instance, monitoring also unemployment rates, which would undermine its independence to some degree. The study aims to provide a perspective on the need for such an alternative in line also with the vision of some international agencies on development, such as the UNCTAD and the ILO. This is the first book-length study examining the financial reforms Turkey undertook in its path towards EU accession. This unique work will be of interest to economists and other experts in financial history, (de)regulation, institutional economics and economic development, as well as a broad range of scholars interested in the dramatic transformation of Turkey's economy and society in the 21st century.

However, questions regarding the strength of monetary policy transmission from interest rates to inflation and output have often stalled progress. We conduct a novel empirical analysis using Jordà’s (2005) approach for 40 EMDEs to shed a light on monetary transmission in these countries. We find that interest rate hikes reduce output growth and inflation, once we explicitly account for the behavior of the exchange rate. Having a modern monetary policy framework—adopting IT and independent and transparent central banks—matters more for monetary transmission than financial development.

Book excerpt: Inflation Targeting (IT) is a monetary policy in which keeping inflation as close as to the target level using policy tools is the main focus for many central banks. However, purely targeting inflation has the potential to reveal the drawback of the trade-off between inflation and output, leaving out the possibility of perfectly anticipated inflation where there is no trade-off. IT policy is relatively more difficult for emerging market economies compared to developed countries due to the potential fragilities emerging from the large amount of fluctuations in the portfolio investments. High current account deficits, fiscal dominance, lack of credibility, imperfections in many goods markets, volatility in commodity prices are some of the factors that contribute to the fragilities in the economic stabilities and render the economy more open to external shocks. Overall, lack of institutionalism in emerging economies may hamper central bank independence, which is essential for a fully-functioning IT regime. Under such conditions, giving priority to IT is a difficult path to follow together with the impacts of the developments in other economic variables at different horizons. Hence, decomposing the weights of the economic fundamentals in determining the monetary policy will provide information about devotion to IT as the policy rule Considering the domestic environment and the externalities, this paper aims (i) to investigate the monetary policy rule of the Central Bank of the Republic of Turkey under a structural VAR (vector auto-regression) model, (ii) to structurally decompose the variation of the determinants of the monetary policy, and (iii) examine the determinants and the decompositions for a set of inflation targeting emerging market economies. The IT (explicit or implicit) emerging economies to make comparison are as follows: Brazil, Chile, Mexico, Czech Republic, Hungary, Poland, Indonesia, South Korea, South Africa, and Israel. SVAR methodology is used for time series analysis for Turkey whereas GMM based panel VAR is employed for the panel of 11 emerging countries. Empirical findings suggest importance of institutional variables in monetary policy rules especially in the long run and that adopting IT and rise in credibility contributes to central banks of emerging economies by lowering interest rates.
