Concerned that executive compensation structures reward inappropriate risk taking and create a short-term perspective, the United States and the European Union are taking steps to reform the ways executives are compensated. Part I analyzes governmental and regulatory action in the United States, including SEC disclosure rules and the recent Conference Report of the Dodd-Frank Wall Street Reform and Consumer Protection Act. Part II details new initiatives in the European Union recommending changes to remuneration for directors of listed companies and remuneration in the financial services sector, as well as steps taken in EU Member States to implement specific changes. Inasmuch as the reform initiatives in the U.S. and EU create new responsibilities for shareholder participation in compensation, Part III sets forth considerations for shareholders for understanding 'pay for performance,' including access to accurate information, evaluation of the structure of the compensation incentives to align compensation with a company's strategy and long-term strategy for the creation of value.

Available in PDF, EPUB and Kindle. Book excerpt: My thesis examines how the lack of board-of-director independence affects the structure and disclosure of executive compensation. I find that European companies with more insiders on their boards grant their executives more incentive compensation, after controlling for the level and economic determinants of executive compensation. This effect is more pronounced in countries with less protection for outside shareholders. The companies with more insiders on their boards also disclose more transparent information about executive compensation. Overall, my evidence supports the contracting hypothesis, in which capital market investors understand potential detrimental effects of insiders and drive companies to mitigate these effects through greater incentive compensation and improved compensation disclosure. The evidence is inconsistent with the opportunism hypothesis, in which risk-averse insiders grant themselves more fixed pay and disclose less transparent information about their compensation.

When attacks on Wall Street banks ensued after large bonuses were paid post-bailout, quite a few shareholders felt cheated because taxpayer monies were directed toward senior executives' pocketbooks rather than their own. The banks' poor form also led to a resurgence of a true pay-for-performance mentality in corporate boardrooms. Never before have boards purposed to demonstrate credible oversight with respect to pay. In addition, the Securities and Exchange Commission (SEC) is placing more emphasis on risk oversight and the actions compensation plans motivate executives to take. Given the increased attention to pay for performance, it is important for companies to understand that the key to successful compensation plans is not the amount of compensation. Rather, it is intent and design. Simply put: CEO pay should be designed to drive a company's business strategy and create shareholder value. This study examined the relationship between chief executive officers' (CEOs') compensation components, which consisted of salary, bonus, stock options, other compensation, stock awards, nonequity incentive plans, deferred compensation earnings, and total compensation, and compared them with the organizational performance elements of earnings per share, debt-to-equity ratio, revenue, and pretax return on equity.
