Available in PDF, EPUB and Kindle. Book excerpt: We examine whether lending relationships enhance credit availability during banking crises when a bank's willingness to lend is weakest. Using a unique sample of listed firms in Korea we find that during the Asian financial crisis firms with closer banking relationships benefited from greater access to credit even from their undercapitalized banks. This finding persists even after controlling for quot;evergreeningquot; behavior by undercapitalized banks. We also find that firms with closer banking relationship experienced smaller decrease in their firm values than those with weaker banking relationships. This casts doubt on the view that a shock to a closely-tied bank hurts its relationship borrowers relatively more badly and that firms thus ought to borrow from as many banks as possible.

After controlling for loan characteristics and bank fixed effects, as of 2010:Q1, the average C&I loan spread was 66 basis points or 23 percent above normal. From about 2005 to 2008, the loan spread averaged 23 basis points below normal. Thus, from the unusually loose lending conditions in 2007 to the much tighter conditions in 2010:Q1, the average loan spread increased by about 1 percentage point. The author finds that large and medium-sized banks tightened their loan rates more than small banks; while small banks tended to tighten less, they always charged more. Charts and tables.

Book excerpt: We study the trade-off between liquidity and monitoring implicit in the bank-firm relationship. By virtue of their lending activity, banks have privileged access to inside information about the companies and their monitoring role helps them mitigate the managers' risk-taking behavior. However, banks can also act as an quot;insiderquot; and exploit this privileged information in the financial markets. We show that a more exclusive and geographically closer relationship with the lender increases the illiquidity of the stock of the borrowing firm and reduces both, its trading volume as well as its aggregate volatility. We explain the reduction in volatility in terms of lower incentives for the mangers to take on risk. The fact that firms borrowing from closer banks reward their mangers with less options- or equity-based compensation (as opposed to fixed compensation) supports our claim about reduced risk-taking. Simultaneously, however, a more exclusive relationship with the banks leads to a higher options- and equity-based compensation. Next, focusing on the effect upon firm value, we show that the extent of information asymmetry inherent in the lending relationship - captured here by the proximity to the banks - negatively affects firm value. On the other hand, the power of the bank derived from its role as a monitor - captured in our case by the exclusivity of the lending relationship - positively affects firm value. Overall, we illustrate a new quot;corporate governancequot; channel and our findings provide a fresh perspective on how lending relationships affect the firm.

Book excerpt: We investigate whether the shape of relations between banks and firms has had a detectable effect in mitigating the credit contraction that followed Lehman's default in September 2008. Using micro data on a large sample of Italian firms, we analyze the relation between firms' debt concentration and credit availability. We show that firms borrowing from a higher number of banks suffered on average a larger contraction in bank credit and a higher probability of experiencing a reduction in outstanding bank debt. The same results hold for firms diversifying their borrowing, concentrating a smaller proportion with the main bank. The stability of the bank-firm relationship, measured by its duration, also appears to have been of some value in mitigating the credit restriction. Our results also suggest the existence of a different regime in credit supply towards firms experiencing a reduction in outstanding bank debt. If there is a contraction in credit, the decrease is limited if relations are more intense i.e. a lower number of financial institutions from which the firm borrows, more concentrated lending and relations of greater duration. The opposite is true for firms with positive credit growth.

We exploit a matched firm-bank database covering all the credit relationships of Italian corporations, together with a natural experiment, to measure idiosyncratic supply-side shocks to credit availability and to estimate a production model augmented with financial frictions. We find that a contraction in credit supply causes a reduction of firm TFP growth and also harms IT-adoption, innovation, exporting, and adoption of superior management practices, while a credit expansion has limited impact. Quantitatively, the credit contraction between 2007 and 2009 accounts for about a quarter of observed the decline in TFP.

Book excerpt: We examine the impact of banks’ exposure to market liquidity shocks through wholesale funding on their supply of credit during the financial crisis in the United States. We focus on mortgage lending to minimize the impact of confounding demand factors that could potentially be large when comparing banks’ overall lending across heterogeneous categories of credit. The disaggregated data on mortgage applications that we use allows us to study the time variations in banks’ decisions to grant mortgage loans, while controlling for bank, borrower, and regional characteristics. The wealth of data also allows us to carry out matching exercises that eliminate imbalances in observable applicant characteristics between wholesale and retail banks, as well as various other robustness tests. We find that banks that were more reliant on wholesale funding curtailed their credit significantly more than retail-funded banks during the crisis. The demand for mortgage credit, on the other hand, declined evenly across wholesale and retail banks. To understand the aggregate implications of our findings, we exploit the heterogeneity in mortgage funding across U.S. Metropolitan Statistical Areas (MSAs) and find that wholesale funding was a strong and significant predictor of a sharper decline in overall mortgage credit at the MSA level.

Book excerpt: This paper shows that banks use accounting discretion to overstate the value of distressed assets. Banks' balance sheets overvalue real estate-related assets compared to the market value of these assets, especially during the U.S. mortgage crisis. Share prices of banks with large exposure to mortgage-backed securities also react favorably to recent changes in accounting rules that relax fair-value accounting, and these banks provision less for bad loans. Furthermore, distressed banks use discretion in the classification of mortgage-backed securities to inflate their books. Our results indicate that banks' balance sheets offer a distorted view of the financial health of the banks.
