Book excerpt: For many years a system of leading, coincident, and lagging economic indicators, first developed in the 1930s by the National Bureau of Economic Research (NBER), has been widely used in the United States to appraise the state of the business cycle. Since 1961 the current monthly figures for these indicators have been published by the U.S. Department of Commerce in Business Conditions Digest. Similar systems have been developed by government or private agencies in Canada, Japan, the United Kingdom, and more recently in many other countries. A few years ago the Organization for Economic Cooperation and Development (OECD) set up a working party to develop this type of analysis and most of the member countries participated. The Center for International Business Cycle Research at Rutgers University has given guidance in this field to some fifteen countries during the past three years, in Europe, Asia, the Middle East, Africa and South America. Our purpose in this paper is to explain briefly the theory and rationale underlying this approach to economic forecasting, describe the more important statistical procedures used, and review the evidence on how the indicators have performed in practice. The tests of performance concentrate on data not used in the selection of the indicators, in the United States and nine other countries. We conclude with some suggestions for future research and development, including the application of the approach to the analysis of inflation. [Resumen de autor]

Everhart and Duval-Hernandez present a method for forecasting growth cycles in economic activity, measured as total industrial production. They construct a series which they aggregate into a composite leading indicator to predict the path of the economy in Lithuania.The cycle is the result of the economy's deviations from its long-term trend. A contractionary phase means a decline in the growth rate of the economy, not necessarily an absolute decline in economic activity. The indicator they select for economic activity is usually the Index of Industrial Production, plus a group of variables that, when filtered and adjusted, becomes the composite leading indicator that forecasts the reference series. Variables include economically and statistically significant financial, monetary, real sector, and business survey data. They base selection of the components of the leading indicator on the forecast efficiency and economic significance of the series. Once selected, the relevant variables are aggregated into a single composite leading indicator, which forecasts the detrended Index of Industrial Production.They apply the Hodrick-Prescott filter method for detrending the series. This is a smoothing technique that decomposes seasonally adjusted series into cyclical and trend components. One advantage of the Hodrick-Prescott filter is that it provides a reasonable estimate of a series' long-term trend.The OECD uses a system of leading indicators to predict growth cycles in the economies of its member countries. These exercises have been very effective in their forecasting ability and accuracy - but for the technique to work it is essential to have an adequate statistical system that provides many economic variables in a precise and timely manner, preferably monthly. The authors extend the OECD technique and present an application to a country of the former Soviet Union.This paper - a joint product of the Poverty Reduction and Economic Management Sector Units, Europe and Central Asia and Latin America and the Carribean Regions, and the Mexico Country Management Unit - is part of a larger effort in the Bank to foster the development of macroeconomic monitoring techniques. Book excerpt: In this paper, I develop the leading indicators of the business cycle turning points exploiting the quarterly panel dataset comprising OECD countries and Russia over the 1980-2013 period. Contrasting to the previous studies, I combine data on OECD countries and Russia into a single dataset and develop universal models suitable for the entire sample with a quality of predictions comparable to the analogues of single-country models. On the basis of conventional dynamic discrete dependent variable framework I estimate the business cycle leading indicator models at different forecasting horizons (from one to four quarters). The results demonstrate that there is a trade-off between forecasting accuracy and the earliness of the recession signal. Best predictions are achieved for the model with one quarter lag (approximately 94% of the observations were correctly classified with a noise-to-signal ratio of 7%). However, even the model with the four quarter lags correctly predicts more than 80% of recessions with the noise-to-signal ratio of 25% can be useful for the policy analysis. I also reveal significant gains of accounting for the credit market variables when forecasting recessions at the long horizons (four quarter lag) as their use leads to a significant reduction of the noise-to-signal ratio of the model. I propose using the “optimal” cut-off threshold of the binary models based on the minimization of regulator loss function arising from different types of wrong classification. I show that this optimal threshold improves model forecasts as compared to other exogenous thresholds.
