This study compares China's FDI performance with a number of other Asian countries and focuses on the policy and institutional factors that lead to a large demand for FDI in China. The policy and institutional factors include import substitution, excess investment demand and features of China's FDI regulatory system. The study shows that there are costs associated with such a high demand for FDI, including overbidding for FDI and the associated loss of Chinese bargaining power, large import demand, and the structure of the FDI at variance with Chinese official policies. This study also briefly discusses the foreign economic policy implications of China's FDI absorption and suggests some future research possibilities.

Considering that FDI has grown in importance in the global economy in the last decades, obviously there has to be significant advantages for both sides. The World Investment Report (WIR) of UNCTAD reports in their recent publication (2008) high records in FDI flows in the world (UNCTAD 2008a). While developed countries still attract the largest volume of FDI inflows, developing countries possess the highest growth rate in drawing a significant volume of investment into their economy. Transforming and emerging markets in South, East and Southeast Asia particularly showed rapid development of generated inflows and their economies are prospering. China is a famous exam-ple. In our paper, we would like to introduce a not so well-known little tiger - Vietnam - and South Korea, which is after impressive growth in the last decades due to FDI now on its way to becoming an industrialized country. First we will give a short theoretical overview of FDI. We will not analyze all global flows and development of FDI. Our focus lies in the development and framework of FDI in both above-mentioned countries and answering the question which impact did FDI have on their economic development. Book excerpt: English Abstract: Recent literature maintains there are at least two explanations for the motivations of FDI, one involving trade barriers (horizontal-FDI) and the other factor proportions hypothesis (vertical-FDI). The first view is that multinationals act in order to overcome trade barrier, and the second view is that multinationals arise to take advantage of international factor price differences. The purpose of this paper is to study the motivations of Korean foreign direct investment in China. Using the panel data on Korean FDI in China for the years 1988-2002, we examined the geographic determinants of direct investment in China from Korean firms. In doing so, we investigated, on the one hand, to what extent multinational activity is consistent with the factor proportions theory, i.e., to what extent multinational activity is related to cheap factor supplies. On the other hand, we study the market access motivation for multinational activity. Our econometric results suggest that factor proportions hypothesis is indeed the dominant influence on investor calculations for the early period of Korean FDI in China. Since end of 1990s, however, market-seeking FDI pattern is more common than FDI motivated by factor price differentials. We also find that the hypothesis that good-quality infrastructure is conducive to attracting FDI is not supported for Korean firms. Evidence supports the claim that regions with high degree of reform, which implement preferential treatments to foreign investors, still have advantage over other regions in attracting FDI. In sum, the findings in this paper indicate that Korean FDI for the early period of Korean FDI in China is consistent with motives related to the factor proportions hypothesis, which explains that one of the determinants of FDI is to exploit the cheap labor of this country. On the other hand, recently motives related to horizontal FDI are more common.

Book excerpt: The economic rise of China and the growing network of trade and investment relations in northeast Asia are causing major changes in human, economic, political, and military interaction among countries in the region. This is affecting U.S. relations with China, China's relations with its neighbors, the calculus for with Taiwan, and the basic interests and policies of China, Japan, Taiwan, and South Korea. These, in turn, affect U.S. strategy in Asia. China, for example, has embarked on a "smile strategy" in which it is attempting to co-opt the interests of neighboring countries through trade and investment while putting forth a less threatening military face. Under the rubric of the Six-Party Talks, the United States, China, Japan, Russia, and South Korea are cooperating to resolve the North Korean nuclear crisis. Taiwanese businesses have invested an estimated $70 to $100 billion in factories in coastal China. China relies on foreign invested enterprises for about half its imports and exports. For Taiwan, Japan, and South Korea, China has displaced the United States as their major trading partner. The implications of China's globalization and rise as a major economic power can be seen in its impact both on Beijing and on policy deliberations in Taipei, Tokyo, and Seoul. For China's trading partners, dependency on the Chinese market means that Beijing is looming larger in all aspects of policy making. While this is not likely to challenge U.S. security ties with Japan, South Korea, and Taiwan, it raises several policy issues. One is how to deal with a modernizing and more powerful Chinese military financed by the growing Chinese economy. Another is how to explicitly incorporate into U.S. policy the greater weight that Beijing is being given in policy deliberations in Tokyo and Seoul. A further policy issue is whether to take measures to offset the rising economic clout of China and attempts by Beijing to create East Asian institutions with China at the center.
