Book excerpt: The quot;leverage effectquot; refers to the well-established relationship between stock returns and both implied and realized volatility: volatility increases when the stock price falls. A standard explanation ties the phenomenon to the effect a change in market valuation of a firm's equity has on the degree of leverage in its capital structure, with an increase in leverage producing an increase in stock volatility. We use both returns and directly measured leverage to examine this hypothetical explanation for the quot;leverage effectquot; as it applies to the individual stocks in the Samp;P100 (OEX) index, and to the index itself. We find a strong quot;leverage effectquot; associated with falling stock prices, but also numerous anomalies that call into question leverage changes as the explanation. These include the facts that the effect is much weaker or nonexistent when positive stock returns reduce leverage; it is too small with measured leverage for individual firms, but much too large for OEX implied volatilities; the volatility change associated with a given change in leverage seems to die out over a few months; and there is no apparent effect on volatility when leverage changes because of a change in outstanding debt or shares, only when stock prices change. In short, our evidence suggests that the quot;leverage effectquot; is really a quot;down market effectquot; that may have little direct connection to firm leverage.

We study the effects of financial leverage on the market portfolio, and on a small firm with idiosyncratic and market risk. In an economy with both a constant interest rate and constant price of risk, financial leverage generates little variation in stock return volatility at the market level but significant variation at the individual firm level. In an economy with more realistic variation in interest rates and the price of risk, there is significant variation in stock return volatility at the market and firm level. In such an economy, financial leverage has little effect on the dynamics of stock return volatility at the market level. Financial leverage contributes more to the dynamics of stock return volatility for a small firm.

We show that common volatility models like the GJRGARCH, the Exponential GARCH, and the asymmetric SV can be inappropriate to correctly represent the leverage effect and its propagation for financial time series. We propose to modify the variance recursion of common volatility models by including an auxiliary leverage process which allows for a proper representation of the leverage effect and its propagation over time. Empirical results indicate that the inclusion of the auxiliary leverage process improves both in sample and out of sample.

For individual stocks, this correlation is moderate and decays exponentially over 50 days, while for stock indices, it is much stronger but decays faster. For individual stocks, the magnitude of this correlation has a universal value that can be rationalized in terms of a new 'retarded' model which interpolates between a purely additive and a purely multiplicative stochastic process. For stock indices a specific market panic phenomenon seems to be necessary to account for the observed amplitude of the effect.

Book excerpt: There is a significant negative relationship between stock returns and changes in future stock return volatility even among all-equity firms. While Hasanhodzic and Lo (2011) suggest that the inverse price and variance relation cannot be due to the classic leverage effect, our results suggest caution in dismissing Black's (1976) theory. We document that many all-equity firms use off-balance sheet financing extensively, sometimes to the point of violating the financial covenants on their lines of credit. We show that by taking these facts into account, seemingly zero debt firms are much like their debt-financed counterparts in many dimensions. Our results suggest reexamination of the academic definition of firm level leverage.

This paper traces the negative interaction to three distinct economic channels and proposes to disentangle the relative contribution of each channel using Samp;P 500 index options. First, equity volatility increases proportionally with the level of financial leverage, the variation of which is dictated by managerial decisions on a company's capital structure based on economic conditions. Second, irrespective of financial leverage, a positive shock to business risk increases the cost of capital and reduces the valuation of future cash flows, generating an instantaneous negative correlation between asset returns and asset volatility. Finally, large, negative market disruptions often generate self-exciting behaviors. The occurrence of one negative disruption induces more disruptions to follow, thus raising market volatility. Model estimation highlights the information in the large cross-section of equity index options in identifying the economic channels underlying the variations of the equity index and its volatility.

It is therefore, consequently expected to limit the management’s discretion and lessen practices on earnings management. Quite the opposite, some researchers argue that the flexibility in IFRS and its fair value pre-eminence might afford greater opportunities for firms to manage earnings. It is this inaptness which incited and aggravated the conduct of this study. This study applies a desktop review to investigate the worldwide existing empirical research evidence on the effect of IFRS on earnings management post- IFRS adoption and in relation to other reporting standards and reports whether the results are indistinguishable between developed and developing economies. Accounting research in developed economies has long identified earnings management as a means by which managers manipulate financial reports to mislead other stakeholders on the underlying economic performance of the firm. However, earnings management research did not receive much attention in developing countries such as Nigeria until recently. The findings reveal that the existing empirical crams and conclusions there on are mixed, inconsistent and difficult to generalise. This indicates the pressing need for country, especially Nigeria to engage on studies of this nature. The study further, stumbles on the fact that IFRS can indistinctly benefit both developing and developed markets when coupled with appropriate effective enforcement machinery. Substantially, the results entail that IFRS is a critical determinant for quality reporting but not a ‘prima facie’ guarantor for quality reporting.

Book excerpt: The empirical relationship between the return of an asset and the volatility of the asset has been well documented in the financial literature. Named the leverage e ffect or sometimes risk-premium effect, it is observed in real data that, when the return of the asset decreases, the volatility increases and vice-versa.Consequently, it is important to demonstrate that any formulated model for the asset price is capable to generate this eff ect observed in practice. Furthermore, we need to understand the conditions on the parameters present in the model that guarantee the apparition of the leverage effect. In this paper we analyze two general speci cations of stochastic volatility models and their capability of generating the perceived leverage effect. We derive conditions for the apparition of leverage e ffect in both of these stochastic volatility models. We exemplify using stochastic volatility models used in practice and we explicitly state the conditions for the existence of the leverage effect in these examples.

Book excerpt: Though part of “market lore,” Black (1976) first reported the inverse relationship between price and volatility, calling it the “leverage effect.” Without providing evidence, Black (1988) claims that in the months leading up to the October '87 Crash the relationship changed: price and volatility both rose. Using daily data for the Old VIX, derived from S&P 100 Index option market prices, to estimate intra-quarterly regressions of implied volatility against price from Q2 1986 - Q1 2012, I can verify Black's claim for the October '87 Crash, and interestingly, for subsequent periods of crisis. I then analyze several Constant Elasticity of Variance optimal portfolio rules, which include the leverage effect, to show the elasticity sign switch implies that investors reduce their risky asset holdings to zero.

However, theory requires that asset dynamics be specified exogenously and that endogenously determined equity dynamics exhibit a "leverage effect" that increases put prices by fattening the left tail of the distribution. The leverage effect is larger for puts on individual stocks than for puts on the index, thus increasing the basket-index spread. Time-series and cross-sectional variation in the leverage effect explains option prices well.

Book excerpt: This book studies the effects of leverage on investment efficiency in Swedish listed firms 1997-2005. The effects are studied separately for over- and underinvesting firms. To measure investment efficiency we employ three different measures: marginal q, absolute investments (defined as capital expenditures plus research and development expenditures) and Tobin s Q. The application of three different investment efficiency measures is one of the main contributions of this study. The investment efficiency of overinvesting firms was hypothesized to be improved by higher leverage. The results based on marginal q accepted this hypothesis. The absolute investments and Tobin s Q results could not accept nor reject the hypothesis, but indicated an improvement of investment efficiency for overinvesting firms as a result of increased leverage. For underinvesting firms, investment efficiency was hypothesized to decrease with leverage. The marginal q and Tobin s Q results rejected this hypothesis. The absolute investments results could only accept this hypothesis on the 10% significance level. Thus, the results indicate that investment efficiency increases with leverage for both groups of firms.
