Book excerpt: This paper offers a behavioral perspective on why Islamic capital markets are dominated by those financial instruments that almost replicate conventional financial products (i.e. Islamic debt bonds and Islamic equities). In contrast, the original Islamic instruments involving risk and return sharing (Musharakah) have failed to emerge. This paper argues that before the replicas, an investor's choice was simply between Islamic and non-Islamic instruments. Along with risk and return, compliance with Islamic principles or Shariah was an integral part of investor utility. As Shariah standards came to give legitimacy to other financial structures, the investors could then choose between various Islamic replicas and the original Islamic instruments. We argue that once the investor's intrinsic need for Shariah compliance is fulfilled, an instrument's risk-return features would become more important. So for loss averse investors with shorter evaluation periods, the loss sharing feature of the Islamic risk and return instruments (Musharkah) makes them less attractive than Islamic debt bonds. For longer evaluation periods, Islamic equities are also shown to outperform the risk and return (Musharakah) instruments. Using the S&P Islamic bond index for bond data and the Dow Jones Islamic Market World Index for Islamic equities, we confirm these views about investor utility by way of both loss aversion and habit based consumption models. The findings suggest that Islamic debt bonds and Islamic equities have been allowed to jointly crowd out the original Islamic risk and return (Musharakah) instruments.

The authors conceptualize a general approach and apply it to basic consumer theory. More advanced microeconomic ideas are then discussed, culminating in demonstrations of how contract theory can facilitate a deeper analysis and appreciation of Islamic financial securities. A wide spectrum of academic literature on both Islamic and conventional economics and finance is drawn upon to facilitate a better appreciation for both fields and to inspire future works comparing the two in a more objective manner.

Shariah forbids the charging of interest (Riba) and instead promulgates risk-sharing and trade-based modes of financing. The Islamic financial industry has been subject to both critique and admiration. Critics argue that Islamic instruments (bearing debt-based structures) differ from their conventional counterparts only in legal lexicon and not in economic impact. The admirers argue that such instruments, irrespective of wider economic implications, rigorously comply with ‘juristically sound’ Islamic principles. This book aims to reconcile the above dispute. It argues that the financial impact of instruments is a consequence of the way they are priced and structured. The similarity in pricing and structures is an outcome not of the underlying Islamic financial modes but of the competitive environment in which Islamic instruments compete. Even risk-sharing and trade-based Islamic structures, if implemented in such an environment, would have a financial impact similar to that of conventional instruments. This book has a wider appeal for both academic and non-academic audiences. It can complement undergraduate and graduate courses as an additional reading on the intricacies of Islamic financial instruments and markets. For PhD students, it would help identify future research areas. To non-academics, it offers a deeper understanding regarding the working of the Islamic finance industry.

Hence Islamic investors have to ensure that the selected company's activities and structuring are not repugnant to Shariah norms. Due to exigencies of modern business and particularly the pervasiveness of interest transactions, fully Shariah-compliant equities are extremely rare. So, Shariah scholars have arrived at minimum compliance criteria which, while excluding companies in gross violation, yet provide investors a reasonably wide choice of Shariah-compliant equities. The authors have reviewed and compared the norms set by three organizations. A critical and analytical assessment of the different criteria follows. Empirical data of the Bombay Stock Exchange is used to assess the impact of the different norms. Based on the empirical results and analytical arguments and in the backdrop of an Islamic perspective, an independent set of norms is proposed, which better reflect the objectives of formulating Shariah compliance norms.
