Book excerpt: This report uses material from a recent Arizona Public Service Company rate case, and published literature, to address several issues generic to the electric utility industry: the effects on utility incentives and on rates to customers of including "construction work in progress" (CWIP) in the rate base; the use of prudence tests by regulators to determine what costs should, and which should not, be passed on to ratepayers; and the use of incentive programs, with explicit rewards and penalties, to reduce the construction costs of large power plants and to improve their operating performance after they go into service. It draws three major conclusions: (1) Economic principles do not support the notion that cost recovery from ratepayers should begin only after a plant is used and useful. (2) Traditional accounting practices produce rate shocks that force prices upward at the very time that the costs of using a plant are declining. Putting CWIP in the rate base is one of the ways rate shocks can be reduced. (3) Although including CWIP in the rate base may generate perverse incentives, the exclusion of CWIP from the rate base can also generate perverse incentives for utilities faced with severe cash flow problems.

Well-designed PBRs provide incentives for utility performance, benefiting consumers and utility owners alike. This report considers the role of both PBRs and more discrete performance incentive mechanisms (PIMs) in 21st century power sector transformation. Innovative technologies are transforming the way electricity is generated, delivered, and consumed. PBRs have the potential to realign utility, investor, and consumer incentives and mitigate emerging challenges to the utility business model, renewable integration, and even cyber security.The goals of PBRs in the form of multi-year rate plans are in many respects the same in terms of providing reasonably priced and reliable service to customers. However, today's technologies have changed, and there is more emphasis on clean energy. Thus, the pathways and the potential outcomes are different than they were in the 20th century when centralized generator stations and large infrastructure additions dominated the utility landscape. Given unprecedented changes underway in the electricity sector, PBRs - by specifying expectations of utility performance and outcomes for consumers, while staying agnostic to the exact means of delivery - constitute a form of prescient regulation that harnesses disruption. PBRs are one tool in a broader toolbox in the transition toward flexible regulatory and market structures that rewards utilities that adapt or evolve in reaction to market and technology change. PBRs and PIMs have great value for the electric industry when designed well and can be applied to many different situations. How exactly PBR mechanisms are most effectively enacted will vary based on the utility ownership model, institutional arrangements, and a variety of other local factors. PBRs should be tailored to the needs and goals of each jurisdiction, and perhaps each utility, to most effectively achieve the needs of a 21st century power grid in that jurisdiction. Presented in three volumes, this report highlights the lessons learned from their evolving history, explores essential elements of their design and implementation as well as considerations for how they may be best applied, and examines leading examples of PBRs from the United Kingdom, New York, Denmark, Mexico, and South Africa. Book excerpt: The purpose of this study was to examine the benefits to be gained from increased powerplant productivity and to validate and demonstrate the use of incentives within the regulatory process to promote the improvement of powerplant productivity. The system-wide costs savings to be gained from given productivity improvement scenarios are estimated in both the short and long term. Numerous reports and studies exist which indicate that productivity improvements at the powerplant level are feasible and cost effective. The efforts of this study widen this focus and relate system-wide productivity improvements with system-wide cost savings. The initial thrust of the regulatory section of this study is to validate the existence of reasonable incentive procedures which would enable regulatory agencies to better motivate electric utilities to improve productivity on both the powerplant and system levels. The voluntary incentive format developed in this study was designed to facilitate the link between profit and efficiency which is typically not clear in most regulated market environments. It is concluded that at the present time, many electric utilities in this country could significantly increase the productivity of their base load units, and the adoption of an incentive program of the general type recommended in this study would add to rate of return regulation the needed financial incentives to enable utilities to make such improvements without losing long-run profit. In light of the upcoming oil import target levels and mandatory cutbacks of oil and gas as boiler fuels for electric utilities, the use of incentive programs to encourage more efficient utilization of coal and nuclear base load capacity will become far more inviting over the next two decades.

It is a guide to some of the activities currently under way in state agencies to promote increased availability of electrical generating power plants. Standard measures of plant performance are defined and the nature of data bases that report such measures is discussed. It includes reviews of current state, federal, and industry programs to enhance power plant productivity and provides detailed outlines of programs in effect in California, Illinois, Michigan, New York, North Carolina, Ohio, and Texas. A number of actions are presented that could be adopted by state regulatory agencies, depending on local conditions. They include: develop a commission position or policy statement to encourage productivity improvements by utilities; coordinate state efforts with ongoing industry and government programs to improve the acquisition of power plant performance data and the maintenance of quality information systems; acquire the capability to perform independent analyses of power plant productivity; direct the establishment of productivity improvement programs, including explicit performance objectives for both existing and planned power plants, and a performance program; establish a program of incentives to motivate productivity improvement activities; and participate in ongoing efforts at all levels and initiate new actions to promote productivity improvements.

It also looks at what we have learned from experience with multi-year rate plans and early forms of PBR, particularly for energy efficiency. Among the lessons learned: Predictability and incrementalism matter for utilities to succeed with PBR. Implementing PBRs without financial incentives builds experience. Focusing on metrics with clear measurement methods is valuable and more likely to result in success. PBR incentives should be sized in alignment with desired results. And an appropriate range for PBR impact can be based on traditional cost of service financial limits.

Basically, these proofs relate to: the inability of rate of return regulation to encourage utilities to select a cost-minimal mix of inputs during periods of rapid growth; the capability of a voluntary incentive plan with design characteristics similar to the general format developed in this study to improve the characteristics of rate of return regulation in that area; and, the effectiveness of the general incentive format in a dynamic as well as a static setting. It should be noted, however, that the primary argument in behalf of the general incentive format is that it clearly offers to rate of return regulation a strong connection between profit and efficiency (which is the primary incentive for cost minimization in a functioning competitive market). The proofs presented in Appendices Volume II do not cover all the beneficiary aspects of the general incentive format. Those that are not included are fairly intuitive.
