The challenge for Indonesia is to maximize the opportunities that this brings, in terms of enhancing future growth and making investments that can improve the welfare of the entire population, while managing the associated risks. Strong capital inflows, particularly portfolio, have been seen across emerging markets, including Indonesia. These inflows are driven by yield differentials and the stronger growth prospects, and improved creditworthiness, of emerging economies relative to heavily indebted, higher-income economies. Further quantitative easing in the US has provided an additional, cyclical boost to this trend. Global commodity prices also picked up in recent months. In November, the US dollar price of non-energy commodities rose by 3.4 percent over the month with food and raw material prices up by 4.9 percent and 7.6 percent, respectively. The underlying drivers were strong growth in demand from emerging economies, particularly China, and also supply disruptions in the agriculture sector.

Through an uncertain environment, Indonesia's economy continued to consolidate its recovery from the global economic and financial crisis. As expected, growth moderated in the first quarter of 2010, but remained above pre-crisis averages, and appears to have accelerated in the second. Price growth remained relatively modest for the most part, supporting consumers' spending power. International financial flows remained large but volatile, continuing to challenge policy makers. Further large flows in March and April into liquid Indonesian financial assets reversed during the volatility in global financial markets in May. But the authorities appear to have managed this well and the impact on local financial markets was comparatively small. The economy is expected to gradually accelerate through 2011, largely due to domestic demand. The renewed volatility in global financial conditions and uncertain developed economy outlook has increased the near term downside risks to forecasts, while domestic political developments appear to be increasing the longer-term risk that the government falls short of its ambitious reform agenda required to lift growth above 7 percent by mid-decade.

Book excerpt: The Indonesia Economic Quarterly (IEQ) has two main aims. First, it reports on the key developments over the past three months in Indonesia's economy, and places these in a longer-term and global context. Based on these developments, and on policy changes over the period, the IEQ regularly updates the outlook for Indonesia's economy and social welfare. Second, the IEQ provides a more in-depth examination of selected economic and policy issues, and analysis of Indonesia's medium-term development challenges. This document summarizes the findings of the IEQ for the last quarter of 2013. The final quarter has seen the continuing adjustment of the Indonesian economy to more subdued commodity prices and tighter external financing conditions, and to the related pressures on external balances. Policies have responded, particularly through tighter monetary conditions, the currency has depreciated substantially in real terms, and investment spending and output growth have weakened. These developments are broadly supportive of continued macroeconomic stability, including by helping to lower the current account deficit, although their impact continues to play out, adding additional uncertainty to the path of the domestic economy. At the same time, the international environment is also shifting, with global growth expected to improve, bringing potential policy changes, notably in US monetary policy, which could add to the pressures on Indonesia's external financing position. In light of the slower pace of growth, and the risks facing the economy, there is a strong need for Indonesia to augment the recent macro focus on tighter monetary policy, exchange rate adjustment and import compression, with deeper reforms to lift export performance and support investment inflows.

Indonesia's economy continues to record robust growth, in contrast with the volatility and uncertainty characterizing major economies globally. The robustness of growth has allowed the policy focus to shift from near-term uncertainty towards achieving the investments and reform required to achieve sustained and strong growth over the longer-term. Meeting the Government's target of over 7 percent growth by 2014 requires strong rises in investment, particularly in infrastructure, and in skills and productivity. Quarterly output accelerated in Q2, resulting in year-on-year growth of 6.2 percent, the highest since the onset of the global economic crisis two years earlier. Domestic demand, particularly private consumption, underpins the growth performance and has been associated with rising imports, particularly for investment and intermediate goods. Slow disbursement of government expenditures continue to act as a drag on growth, but less so than in Q1. Indonesia's trading partners also recorded stronger growth than expected, although the overall contribution of net external demand to growth was negative in Q2. Correspondingly, domestic-oriented sectors outperformed externally-oriented sectors.

Book excerpt: Indonesia's real Gross Domestic Product (GDP) growth has proven robust to the weakness in external demand in 2012. Real GDP rose by 6.2 percent year-on-year in the third quarter. This was slightly lower than the 6.4 percent growth seen in the second quarter and was the eighth consecutive quarter of above 6 percent growth. On a seasonally-adjusted quarter-on quarter basis the economy grew by 1.3 per cent in the third quarter, down from 1.6 percent in the second quarter. While real GDP growth eased only slightly, nominal GDP growth slowed significantly in the third quarter, falling to 9.9 per cent year-on-year, from 12.5 percent year-on-year in the second quarter. The level of investment spending remained high, up 10 percent year-on-year in the third quarter. However, investment did contract in seasonally adjusted quarter on quarter terms by 0.4 percent. This sequential contraction was largely driven by falls in spending on foreign transportation, machinery and equipment, consistent with the weakness in capital goods imports seen in the quarter. In contrast to the sharp drop in government consumption and moderation in investment, private consumption growth picked up in the third quarter, increasing by 5.7 percent year on-year. Growth in the services sectors moderated somewhat but was still solid at 7.3 percent year-on-year, compared to 8.1 year-on-year in the second quarter. Communications and transport remained one of the strongest of the service sectors (up 10.5 per cent year-on year). There was some moderation in the trade, hotel and restaurant sector in the quarter.

Indonesia seems well-positioned to get back on its pre-crisis growth trajectory, with the possibility of further acceleration and more inclusive growth. The sustainability of the global recovery is still not entirely clear and portfolio flows into emerging markets, which have surged in the last nine months, may as easily be reversed as policy makers elsewhere move to unwind the large monetary and fiscal stimulus efforts initiated over the last year.

Economic growth was supported by higher commodity prices, stronger global growth, rebounding international trade, and relatively accommodative monetary and financial conditions. At the same time, domestic conditions improved, with tentative green shoots in private consumption and stronger domestic demand overall. This article addresses three main questions: (i) what happened to local service delivery during decentralization? (ii) how do we move the needle on local government performance in terms of provision of local services? and (iii) what design mechanisms can incentivize local leaders and sub-national governments to improve local service delivery? The authors offer three key policy recommendations to help align incentives to promote service delivery performance by local leaders and public officials: i) implementing good practices for evaluating local government performance; ii) embedding results-orientation into intergovernmental fiscal transfers;l and iii) use transparent and comparative local government performance data to stimulate citizen engagement.

This paper discusses about the economic conditions of Indonesia for the year 2015. Emerging market assets rebounded in October 2015 after the sharp losses recorded in August and September, when the uncertainty about the Chinese economic slowdown and the U.S. interest rate outlook was particularly high. Despite a more favorable market sentiment, capital flows to emerging economies have remained weak and borrowing costs relatively high. In addition to tight financing conditions, Indonesia faced subdued external demand for its exports in the near term and persistently low commodity prices over the medium run. In 2015, fire in Indonesia cost nearly twice that of reconstruction following the 2004 tsunami in Aceh. Agriculture and forestry have sustained losses and damages in trillions. Sustained exposure to haze could also lead to the volcano effect, i.e., a decrease in plant productivity in the short term due to limited sun exposure and a deleterious effect on plant physiology and photosynthesis. The recurring nature of Indonesia's fire crisis is of particular concern. Another potential step in Indonesia's new reform process was the country's signaling its intention to join the Trans-Pacific Partnership (TPP) agreement in the near future. Whether membership materializes or not, the agreement is likely to have a limited impact on trade, because import tariffs in member countries are already low and Indonesia has trade agreements with most of them.

With the 2014 budget under discussion with Parliament, fiscal policy faces the challenge of slower revenue growth, and higher energy subsidy and nominal debt-financing costs, raising the importance of lifting further the quality of spending and of revenue mobilization. In response to the intensification of financial market pressures, and in conjunction with the monetary policy and currency market measures mentioned above, on August 23 the Government announced a policy package containing measures intended to improve the current account, safeguard purchasing power and facilitate growth, contain inflationary pressure, and maintain investment flows. Some of the reform measures involved retracting interventionist policies on trade and proposals for improving certainty in the business environment.

Book excerpt: International financial markets remain turbulent, dominated by the political and economic challenges of the Euro zone debt crisis and signs of weakening global growth. However, to date, although portfolio outflows have been seen, Indonesia's domestic economy continues to perform strongly. The economy remains relatively well-positioned to weather future external shocks and steps have been taken to improve crisis preparedness, for example, by increasing the flexibility of any fiscal response. The Euro zone continues to grapple with the policy responses to stem the crisis. The political and policy responses to the Euro zone debt crisis have been evolving on an almost daily basis, influencing global financial markets, risk appetite and capital flows to emerging economies such as Indonesia. Increased funding stress for European financial institutions was followed by a coordinated announcement of liquidity swap arrangements by central banks including the Federal Reserve and European Central Bank. In addition to putting in place policies to address the near-term impacts of any future shocks, with a protracted weakness in external demand likely, it is an opportune time to move forward with investments and reforms which can enhance domestic productivity and growth and attract more stable and longer-term capital flows. Indeed, the 2012 budget again significantly boosts capital expenditure, although ongoing budget execution challenges could hinder the effectiveness of the increased allocation on infrastructure improved infrastructure and investment climate can help to promote further the positive recent performance of Indonesia's manufacturing sector, after its weakness in the decade following the Asian crisis. The scope for productivity growth within manufacturing and other sectors through technology adoption and adaption can also be enhanced by further improvements in the quality of education of the labor force and the institutional environment for research and development.
