Book excerpt: The fundamental rationale for international portfolio diversification is that it expands the opportunities for gains from portfolio diversification beyond those that are available through domestic securities. However, if international stock market correlations are higher than normal in bear markets, then international diversification will fail to yie ld the promised gains just when they are needed most. We evaluate the extent to which observed correlations to monthly returns in bear, calm and bull markets are captured by three popular bivariate distributions: (1) the normal, (2) the restricted GARCH(1,1) of J. P. Morgan's RiskMetrics, and (3) the Student-t with four degrees of freedom. Observed correlations during calm and bull markets are unexceptional compared to these models. In contrast, observed correlations during bear markets are significantly higher than predicted. Higher-than-normal correlations during extreme market downturns result in monthly returns to equal-weighted portfolios of domestic and international stocks that are, on average, more than two percent lower than those predicted by the normal distribution. If the extent of non-normality during bear markets persists over time, then a U.S. investor allocating assets into foreign markets might want to allocate more assets into foreign markets with near-normal correlation profiles and avoid markets with higher-than-normal bear market co-movements.

Available in PDF, EPUB and Kindle. Book excerpt: Using firm-level data, we examine stock market correlations and interrelations for the G7 over the period 2000-2013. An examination using aggregate market data supports the view that correlations have risen and particularly so during crisis periods. Using firm-level data, which is tradeable, we establish sector portfolios. We consider three regression approaches. The results support, first, that correlations using firm data are lower than those observed using aggregate market index data. Second, the most important driver for home sector returns is the home market followed by the corresponding US sector. Third, correlations rose during the crisis but have stabilised and even fallen since. This supports the view that markets fall together but rise apart. Fourth, there is evidence that most sector correlations follow a market-wide component, but some sector correlations follow their own component. Subsequently, we examine the key drivers of time-varying correlations. We find that the market-wide component of correlations increase in a US bear market as well as with higher US market volatility and lower US interest rates. However, on a sector basis there are notable exceptions with some correlations falling in a bear market. Together these results support the view that diversification benefits remain across market sectors.

Using a simple ordinary least squares (OLS) regression framework, correlations are shown to be similarly elevated in periods characterized by extreme returns in both up and down markets, which contradicts a body of extant research that finds correlations increase in down markets but not in up markets. In contrast, volatility is much greater in down markets than in up markets. This suggests that it is not a lack of diversification that matters for comparative performance in bear markets, but rather the relative magnitude of negative returns typically experienced during such periods.

Book excerpt: We examine the ex-post performance of optimal portfolios with predictable returns, when the investor horizon ranges from one month to ten years. Due to the investor's ability to forecast shifts between bull and bear markets, predictability involves the risk premium, volatility and correlations, and may extend to third and fourth moments. We analyze three different equity portfolios data sets, each covering more than eight indexes, including commonly used US Industry and International Book-to-Market portfolios. Allowing for regimes improves portfolio performance for at least a subset of investment horizons and in all data sets. Despite substantial non-normalities in both the Industry and the book-to-market data sets, gains from predicting higher order moments obtain only in the latter. However, tracking and forecasting bull and bear markets turns out to improve realized portfolio performance more generally. The equally weighted strategy leads to lower ex-post performance measures than optimizing ones.
