Book excerpt: In this paper, we investigate the role of financial incentives and social incentives in multi-task settings where the agent makes an effort level choice and an effort allocation choice. We focus on a setting where these choices are not independent and an active trade-off between effort level and effort allocation exists. Social incentives play a crucial role in this trade-off. While financial incentives increase the effort level, social incentives congruent with the principal's interest mitigate the distortions in effort allocation associated with financial incentives, which improves the effectiveness of financial incentives. In a 2×2 experiment, we find that participants who receive distorting financial incentives provide significantly more total effort than participants who receive a fixed wage, but they allocate effort significantly less congruently. However, the effort allocation distortion caused by distorting financial incentives is significantly reduced by congruent social incentives. We further find that the level of effort on the unmeasured task is not significantly different between fixed wages and financial incentives, which implies that distortions in effort allocation are driven by doing more of the measured task instead of doing less of the unmeasured task. Our findings have important implications for both theory building and organizational practices.

Book excerpt: In this study, employees are given autonomy in effort allocation across two tasks - complex and simple tasks, where the return to the organization is significantly higher for the complex task requiring high skill than for the simple task requiring low skill. An unavoidable feature of multi-task settings is that effort expended on one task detracts from effort that can be expended on another task. This effort trade-off among tasks becomes problematic when the returns from different tasks are unequal, with important consequences for a firm's overall performance. The design of management accounting control systems in such multi-task setting is difficult because organizations have to achieve multiple objectives: to improve productivity on both simple and complex tasks (i.e., performance) and to direct employee effort to more complex tasks given that the complex tasks are more valuable to firms (i.e., effort allocation). In a laboratory experiment, I examine the effects of two motivational mechanisms, financial compensation and relative performance information (RPI), on employee performance and effort allocation between simple and complex tasks. I find that the effects of RPI and financial compensation are independent such that each motivational mechanism affects performance and effort allocation separately. In addition, I find that the effects of RPI or financial compensation depend on whether a worker is a top performer or a bottom performer. Also, findings demonstrate that the effects of these motivational mechanisms on employee effort allocation and performance depend on the complexity of the task. Future research studies and managers who design incentive systems should consider the implementation of different types of incentives for different performer levels. Organizations should consider the degree of complexity of the tasks that workers must perform in multi-task settings.

This thesis is divided into two parts. Part I consists of three chapters that study contract-theoretic models which are motivated by the classic procurement problem of a principal who wants an agent to deliver a certain good or service. In such models it is typically assumed that decision makers are interested in their own monetary payoffs only. Moreover, they have unlimited cognitive abilities and behave in a perfectly rational way. Yet, in practice people often do not behave this way. While empirical research is very difficult in contract theory, laboratory experiments have recently turned out to be an important source of data. In Part II, three experimental studies are presented that investigate contract-theoretic problems brought up in Part I.

Book excerpt: This paper investigates strategic cost allocation in a single-period principal-agent setting, where the principal has two contractible performance measures available for contracting and the agent controls two productive tasks subject to moral hazard. In this setting, cost allocation shifts profit between the two performance measures (or between two taxable entities). There are two sources of error in cost allocation: random noise and strategic cost allocation under the agent's control. We first provide conditions under which such cost allocation errors lead the principal to abandon cost allocation and rely on a simple aggregate performance measure. We next consider a setting where the two performance measures represent divisional profits that are taxed at different rates. In this setting, the agent's ability strategically shift costs between the divisional performance measures is beneficial to the principal and leads to different relative performance weights for the two divisional performance measures.
