Book excerpt: In this study, the properties and portfolio management implications of the value- weighted idiosyncratic volatility in 24 emerging markets are examined. The paper provides evidence against the view that the rise of idiosyncratic risk is a global phenomenon. Furthermore, specific and market risks jointly predict market returns as there is a negative (positive) relation between idiosyncratic (market) risk and subsequent stock returns. Idiosyncratic volatility is the most important component of tracking error volatility and it does not exhibit either an upward or a downward trend. Thus, investors do not have to increase, on an average, the number of stocks that they hold, to keep the active risk constant.

Available in PDF, EPUB and Kindle. Book excerpt: Commercial Real Estate price performance is captured at the aggregate (or market) level by a price index such as Moody's RCA CPPI Index. However, individual property performance could be significantly different from the aggregate index performance (both national and metro indices) due to several property related reasons which are different from the factors affecting the market. For example, a tenant's lease termination, an excellent property manager securing attractive leases, unusual operating expenses are some of those (unobserved) property specific characteristics that affect property performance. Specifically, the RCA CPPI Index tracks all sales transaction pairs and using them, constructs a regression model that represents the price index that best fits the sale transactions. The difference between the individual property sales pair performance and that predicted by the aggregate index is captured by the residual of the regression model and represents idiosyncratic risk which is different from the market risk as represented by the aggregate index. Idiosyncratic risk can be quite important for real estate investors. In the absence of derivative contracts for synthetic investment, no one can invest in the aggregate market as a whole. The objective of this thesis is to quantify the idiosyncratic risk (dispersion) of individual CRE transactions in the US from the observed RCA-CPPI national and metro level (regional) indices' performance during the period 2001-15. In this regard, the thesis tries to capture the basic dynamic nature of how the idiosyncratic price dispersion tends to evolve over time as well as by property type and by metro market. Also, the thesis seeks to understand the potential drivers behind the dispersion.

Book excerpt: This paper studies idiosyncratic risk at the level of individual house resales. It is commonly assumed that the idiosyncratic price component follows a random walk. I show that housing market data reject this model, and that idiosyncratic risk is instead close to constant for holding periods up to 10 years. Moreover, using an instrument for ZIP Code-level shocks to mortgage credit, I show that a contraction in local credit availability increases idiosyncratic risk. Finally, I show that accounting for the idiosyncratic component substantially flattens the term structure of total housing risk. The term structure is steeper in lower income ZIP Codes.

Book excerpt: We examine the investment performance and diversification benefits of real estate investments in emerging capital markets using property indices, and we contrast the risk and return characteristics of those property indices with the broader equity markets in those countries and with real estate and broader equity investments in developed markets. Real estate indices experienced relatively high total risk and low returns, but only a few of these indices underperformed on a risk-adjusted basis. Despite lackluster performance, real estate investments in emerging markets offered diversification opportunities to equity market investors in emerging markets as well as to real estate and equity market investors in developed markets. Policy makers in some countries support restrictions that limit investments abroad. These legislators should recognize that there is a tradeoff between potential benefits from keeping capital in their domestic markets versus reductions in diversification benefits available to their constituents.

Book excerpt: This paper models the idiosyncratic or asset-specific return of an asset as the return on a portfolio that is long in that asset and short in other assets in the same class, thereby removing the common components of returns. This is the type of “hedged” position that is held by relative-value investors. Weekly returns data for seven different asset classes suggest that idiosyncratic risk is: higher at times of large return outcomes for the asset class as a whole; positively autocorrelated; and correlated across different asset classes. The implications for risk management are discussed.

Book excerpt: In this study, we examine how idiosyncratic risk is correlated with a wide array of anomalies, including asset growth, book-to-market, investment-to-assets, momentum, net stock issues, size, and total accruals, in international equity markets. We use zero-cost trading strategy and multifactor models to show that these anomalies produce significant abnormal returns. The abnormal returns vary dramatically among different countries and between developed and emerging countries. We provide strong evidence to support the limits of arbitrage theory across countries by documenting a positive correlation between idiosyncratic risk and abnormal return. It suggests that the existence of these well-known anomalies is due to idiosyncratic risk. In addition, we find that idiosyncratic risk has less impact on abnormal return in developed countries than emerging countries. Our results support the mispricing explanation of the existence of various anomalies across global markets.

Book excerpt: Even if the market capitalization of direct real estate is comparable to that of equities and fixed income, the data on direct real estate is very poor. It is, therefore, difficult to estimate the market risk of this important asset class. Moreover, risk systems from most vendors cover equities and fixed income, but do not cover direct real estate. We propose a simple methodology that uses widely available data on indirect real estate to estimate the market risk of direct real estate. In particular, we use data on Real Estate Investment Trusts (REITs) returns, determine their factor exposures to other asset classes and deleverage these exposures according to REITs' balance sheets. We show that direct real estate can be considered as a portfolio of equities, fixed income and credit combined with idiosyncratic risk. We find that the existing direct indices understate the risk of the real estate market. In addition, with our methodology, the correlations to other asset classes become materially different and higher.
