Book excerpt: This research explains the factors behind the variation of enterprise creation across countries by looking at the roles of formal and informal institutions and their interactions in the distribution of start-up enterprises in the formal and informal sectors. It tests two competing hypotheses about the individual versus mixed effects of formal institutions (measured by entry regulations) and informal institutions (measured by social capital) on entrepreneurship. The research uses quantitative analysis of data from 48 countries and a qualitative case study of Madagascar. The findings from the quantitative and qualitative analyses are consistent regarding the independent effects of each set of institutions in the distribution of entrepreneurship in both sectors while controlling for political and economic variables (level of economic development, political stability, and control of corruption). They confirm the hypothesis that the formal institution is inversely related to formal entrepreneurship and the informal institution is inversely related to informal entrepreneurship. The findings from the two studies disagree on the role of institutional interaction on entrepreneurship. The quantitative analysis did not find any relationship, whereas the case study finds that the interaction of entry regulations and the informal institutions of fihavanana (Malagasy social capital), tsiny (reproach), and tody (retribution) determines the distribution of entrepreneurship in the formal and informal market. The interaction occurs in the bureaucratic arena, which handles business entry procedures, and is driven by the imbalance between the strength of the two institutions. The findings from the research help us understand in a better way the mechanism that explains the distribution of entrepreneurship in the formal and informal sector in Africa and especially the predominance of informal sector in the region. They also provide new insights about the ways to handle and promote institutional reforms when formal and informal institutions diverge.

We use panel data during the period of recovery and growth, 1998-2004. The one-country framework provides a constant background -- unlike, for example, in cross-country studies -- against which variance in institution building may be observed. Property rights reform ranged from full enforcement in the Northwest to blocking in Communist regions in the Southeast. We find an unambiguous relationship between early strong reform and technological change. In our model, the quality of informal institutions is proxied by investment risk (ExpertRA Regions rating agency).

To explain this achievement, many observers point to its formal rules that entail strong obligations and delegate substantial power to supranational actors such as the European Commission. This legalistic view, Mareike Kleine contends, is misleading. More often than not, governments and bureaucrats informally depart from the formal rules and thereby contradict their very purpose. Behind the EU’s front of formal rules lies a thick network of informal governance practices. If not the EU’s rules, what accounts for the high level of economic integration among its members? How does the EU really work? In answering these questions, Kleine proposes a new way of thinking about international organizations. Informal governance affords governments the flexibility to resolve conflicts that adherence to EU rules may generate at the domestic level. By dispersing the costs that integration may impose on individual groups, it allows governments to keep domestic interests aligned in favor of European integration. The combination of formal rules and informal governance therefore sustains a level of cooperation that neither regime alone permits, and it reduces the EU’s democratic deficit by including those interests into deliberations that are most immediately affected by its decisions.
