Book excerpt: We propose a model for stock price dynamics that explicitly incorporates random waiting times between trades, also known as duration, and show how option prices can be calculated using his model. We use ultra-high-frequency data for blue-chip companies to motivate a particular choice of waiting-time distribution and then calibrate risk-neutral parameters from options data. We also show that the convexity commonly observed in implied volatilities may be explained by the presence of duration between trades. Furthermore, we find that, ceteris paribus, implied olatility decreases in the presence of longer durations, a result consistent with the findings of Engle (2000) and Dofour and Engle (2000) which demonstrates the relationship between levels of activity and volatility for stock prices. Finally, by directly employing information given by time- tamps of trades, our approach provides a direct link between the literature on stochastic time hanges and business time (see Clark (1973)) and, at the same time, highlights the link between number and time of arrival of transactions with implied volatility and stochastic volatility models.

A popular view in the literature is that options lower short selling cost, therefore, they allow stock prices to better incorporate negative information and opinions. Testing such a hypothesis is challenging because certain variables can drive both option trading and stock pricing, and failure to control for these variables gives rise to endogeneity issues. We develop an instrumental variable for option trading volume and use it to show that exogenous increase in option trading leads to more severe overpricing, which contradicts the existing view. Specifically, the instrumental variable is the distance between two adjacent option strike prices measured as a percentage of the underlying stock price.

Book excerpt: We find that the demand for stock options that increases exposure to the underlying is positively related to the individual investor sentiments and past market returns, whereas the demand for index options is invariant to these factors. These differences in trading patterns are also reflected in the differences in the composition of traders with different types of options -- options on stocks are actively traded by individual investors, whereas trades in index options are more often motivated by the hedging demand of sophisticated investors. Consistent with a demand-based view of option pricing, the individual investor sentiments and past market returns are related to time-series variations in the slope of the implied volatility smile of stock options, but have little impact on the prices of index options. The pricing impact is more pronounced in options with a higher concentration of unsophisticated investors and those with higher delta hedging costs. Our results provide evidence that factors not related to fundamentals also impact security prices.

Book excerpt: We empirically investigate the effect of option listing on the underlying stock efficiency by examining the stock price duration dynamic and the informed trading activity around option listing. We use univariate tests and extended Log-ACD models that account for liquidity. Despite a significant increase in the price duration, option listing seems not to deteriorate the underlying stock efficiency. The results reject a permanent change in the informed trading activity but suggest a positive intraday seasonal impact. However, this result is not confirmed for low volume stocks. Furthermore, Euronext and Liffe merger in 2002 seems to have an impact on the duration process and the efficiency of underlying stocks.
