Book excerpt: In this study we compare the quality and information content of risk neutral densities obtained by various methods. We consider a non-parametric method based on a mixture of log-normal densities, the semi-parametric ones based on an Hermite approximation of Madan and Milne, or based on an Edgeworth expansion of Jarrow and Rudd, the parametric approach of Malz which assumes a jump-diffusion for the underlying process, and eventually Heston's approach assuming a stochastic volatility model. We apply those models on FRF/DEM exchange rate options for two dates, for various maturities. Models differ when important news hit the market (here the 1997 snap elections). The non-parametric model provides a good fit to options prices but is unable under critical circumstances to provide as much information about market participants expectations than Malz's jump-diffusion model.

And many social scientists and social researchers think they should be more drawn upon, more useful, and more influential. Out of the discontent have come numerous diagnoses and prescriptions. This thoughtful contribution to the discussion provides an agenda of basic questions that should be asked and answered by those who are concerned about the impact of social science and research on real life problems. In general, Cohen and Lindblom believe that social scientists are crippled by a misunderstanding of their own trade, and they suggest that the tools of their trade be applied to the trade itself. Social scientists do not always fully appreciate that professional social inquiry is only one of several ways of solving a problem. They are also often engaged in a mistaken pursuit of authoritativeness, not recognizing that their contribution can never be more than a partial one. Cohen and Lindblom suggest that they reexamine their criteria for selecting subjects for research, study their tactics as compared to those of policy makers, and consider more carefully their role in relation to other routes to problem solving. To stimulate further inquiry into these fundamental issues, they also provide a comprehensive bibliography.

The reason is that in Gram-Charlier expansions, parameters appear which directly control the skewness and kurtosis. Those expansions, of polynomial nature, have the unfortunate drawback of sometimes yielding negative densities. The goal of this paper is to show how positivity constraints can be numerically implemented. We successfully apply our method to the estimation of risk neutral densities that arise within a financial option pricing context. The method can be easily adapted to other setups involving polynomial approximations.

Book excerpt: The efficient markets hypothesis has been the central proposition in finance for nearly thirty years. It states that securities prices in financial markets must equal fundamental values, either because all investors are rational or because arbitrage eliminates pricing anomalies. This book describes an alternative approach to the study of financial markets: behavioral finance. This approach starts with an observation that the assumptions of investor rationality and perfect arbitrage are overwhelmingly contradicted by both psychological and institutional evidence. In actual financial markets, less than fully rational investors trade against arbitrageurs whose resources are limited by risk aversion, short horizons, and agency problems. The book presents and empirically evaluates models of such inefficient markets. Behavioral finance models both explain the available financial data better than does the efficient markets hypothesis and generate new empirical predictions. These models can account for such anomalies as the superior performance of value stocks, the closed end fund puzzle, the high returns on stocks included in market indices, the persistence of stock price bubbles, and even the collapse of several well-known hedge funds in 1998. By summarizing and expanding the research in behavioral finance, the book builds a new theoretical and empirical foundation for the economic analysis of real-world markets.
