Book excerpt: As in most economies, micro, small, and medium enterprises (MSMEs) in emerging markets are widely believed to be the engine of growth across. Over the last decade, many researchers and academics have tried to analyze the issue of MSME access to finance, emphasizing their dependence on credit and cash flows. This study presents a new approach to the estimation of the unmet demand for financing from MSMEs in developing countries. Importantly, it also describes the potential implications for the public-sector bodies, private sector financial institutions, and technology providers. The present research adds significant value to the repository of data in the MSME space, and opens new opportunities for further investigation. It estimates both supply of and demand for MSME finance on a global scale, which has never been done in a comprehensive way. This approach estimates MSME equilibrium lending in developed economies according to the industry, age, and size categories, and applies this benchmark to MSMEs in developing countries. It estimates the MSME finance gap as the difference between current supply and potential demand which can potentially be addressed by financial institutions. This report is divided into five sections. The first section reviews the literature about financing MSMEs. The second section describes the methodology of the present research, data sources, and the model specification. The third section analyzes the results of the finance gap estimation, including regional comparisons, formal, and informal MSME sector results, and gender disaggregated statistics. The fourth section elaborates on the implications of the finance gap for the public sector, including government agencies and multilateral organizations and lending institutions. Finally, the fifth section highlights implications for the private sector, including banks and non-bank financial institutions, as well as financial technology companies.

What is unique about factoring is that the credit provided by a lender is explicitly linked to the value of a supplier ' s accounts receivable and not the supplier ' s overall creditworthiness. Therefore, factoring allows high-risk suppliers to transfer their credit risk to their high-quality buyers. Factoring may be particularly useful in countries with weak judicial enforcement and imperfect records of upholding seniority claims because receivables are sold, rather than collateralized, and factored receivables are not part of the estate of a bankrupt SME. Empirical tests find that factoring is larger in countries with greater economic development and growth and developed credit information bureaus. In this framework, lending technologies are the key conduit through which government policies and national financial structures affect credit availability. They emphasize a causal chain from policy to financial structures which affect the feasibility and profitability of different lending technologies. These technologies, in turn, have important effects on SME credit availability. Financial structures include the presence of different financial institution types and the conditions under which they operate. Lending technologies include several transactions technologies, plus relationship lending. The authors argue that the framework implicit in most of the literature is oversimplified, neglects key elements of the chain, and often yields misleading conclusions. A common oversimplification is the treatment of transactions technologies as a homogeneous group, unsuitable for serving informationally opaque SMEs, and a frequent misleading conclusion is that large institutions are disadvantaged in lending to opaque SMEs.

The chapters in the study highlight the key characteristics of the MSME sector, and assess the demand for, and the flow of finance into the sector. The study also evaluates the consequent gap in the financing needs of MSMEs. Finally, it explores potential interventions to address the lack of access to formal finance for MSMEs. The Micro, Small and Medium Enterprise sector is crucial to India's economy. There are 29.8 million enterprises in various industries, employing 69 million people. The sector includes 2.2 million women-led enterprises (~7.4 percent) and ~15.4 million rural enterprises (51.8 percent). In all, the MSME sector accounts for 45 percent of Indian industrial output and 40 percent of exports. Although 94 percent of MSMEs are unregistered, the contribution of the sector to India's GDP has been growing consistently at 11.5 percent a year, which is higher than the overall GDP growth of 8 percent. Poor infrastructure and inadequate market linkages are key factors that have constrained growth of the sector. The lack of adequate and timely access to finance has been the biggest challenge. The financing needs of the sector depend on the size of operation, industry, customer segment, and stage of development. Financial institutions have limited their exposure to the sector due to a higher risk perception and limited access of MSMEs to immovable collateral.
