Book excerpt: One of the biggest financial problems which was faced by institutional lenders (national and international) throughout the 1970s and 1980s was the accumulation of bad debts and related losses in their lending operations. This problem threatened the very existence and viability of lending institutions, especially in less developed countries like Tanzania, and exacerbated the already strained economic development process. A well known approach to reducing these losses is the judicious use of financial and economic information and analysis in the pre-investment or lending stage. This book identifies Tanzania as a typical less developed country having financial institutions faced by such problems in the 1970s and 1980s. It looks at the extent to which such information and analysis can be of assistance to money lenders or managers, looks at factors which delimit their usefulness and derives insights as well as lessons for the benefit of policy makers, national and international money lenders and managers and general readers interested in the viability and prosperity of financing business and economic activities in these economies.

Book excerpt: Microfinance contracts have proven able to secure high rates of loan repayment in the face of limited liability and information asymmetries, but high repayment rates have not translated easily into profits for most microbanks. Profitability, though, is at the heart of the promise that microfinance can deliver poverty reduction while not relying on ongoing subsidy. The authors examine why this promise remains unmet for most institutions. Using a data set with unusually high quality financial information on 124 institutions in 49 countries, they explore the patterns of profitability, loan repayment, and cost reduction. The authors find that institutional design and orientation matter substantially. Lenders that do not use group-based methods to overcome incentive problems experience weaker portfolio quality and lower profit rates when interest rates are raised substantially. For these individual-based lenders, one key to achieving profitability is investing more heavily in staff costs-a finding consistent with the economics of information but contrary to the conventional wisdom that profitability is largely a function of minimizing cost.

On one side are those parts of the legitimate economy that are not usually considered creditworthy by formal financial institutions, and on the other are the generally more prosperous entities that do have access to formal finance. Good loans are loans that are repaid according to the terms agreed on when they were issued. It examines how lending at the frontier can be remunerative to commercial banks, development banks and other development finance agencies that retail credit and assume credit risk. Remunerative lending is important because most lenders, regardless of their ownership and institutional form, tend to avoid activities that are not attractive. Unremunerative lending is transitory, unstable, and not robust in the face of adversity. Credit markets function poorly when lenders are not adequately rewarded. Experience at the frontier clearly indicates that weak financial institutions do not do a good job serving society in general and firms and individuals at the frontier in particular. This book is intended for readers interested in the relationship between finance and development at the firm and household levels and in the use of credit by individuals in low-income countries.

The purpose of this paper, consequently, is to bring the issue of institutionalizing policy capacity into sharper focus, and suggesting ways of improving approaches to adjustment lending, public sector management assistance, and economic analysis in support of policy reform. The operational need to address these problems is most obvious in the countries where policy institutions are very weak and the pool of skilled and experienced personnel extremely small, such as the majority of African countries. Even in more advanced economies, however, the institutional dimension of policy management is also a crucial issue. In addition, reform initiatives must often deal with institutions which may have become part of the policy reform problem rather than the means for its solution. If the promise of successful adjustment and policy reform is to be sustained over the longer run, current efforts to institutionalize improved policy capacities in a wide range of developing countries should be extended and strengthened.
