Persons and firms benefit from the production and innovation activities of neighbouring companies in the same and related industries. Considering such benefits, which are viewed as positive externalities, Michael Porter argues that clustering is an important way for firms fulfilling their competitive advantages and for rising regional and national competitiveness. So, it is opportune to ask: what is the appropriate policy for maximizing the benefits of CE (cluster externalities)? There are basically two possible replies to the above question: on the one hand, the traditional optimal-policy perspective recommends providing a subsidy to firms generating CE, with the subsidy adjusted for equalizing the strength of the externality; on the other, a more pragmatic perspective based on Porter's policy prescriptions. However, the evidence shows a paradox: policy makers use the competitiveness rhetoric inspired in the competitive advantages of Porter but, in practice, they go on using the industrial targeting that was also criticized by Porter. In this paper we deal with this paradox proving that despite the extensive amount of externalities is the traditional comparative advantage approach that must guide policy. This finding is congruent with the Porter's policy prescriptions and has clear implications in regional policy allowing to support the answer to the following question: Must policy be focused on creation of new clusters in activities that have verified large positive effects elsewhere or, conversely, on developing the traditional activities in region, which allegedly have shown lower externalities? But the answer to this question depends on our comprehension of industrial aggregation processes, which implies the full understanding of concepts as clusters and externalities. So, the remainder of this paper is organized as follows. After reflecting on the concept of cluster in section 2, section 3 deals with the different type of externalities present in industrial agglomerations. Section 4 considers the existence of dynamic externalities and relates them with the advantages of backwardness. Section 5 uses a model that includes various types of externalities in order to draw lessons for guiding clustering policy. Finally, section 6 concludes.

The book also stresses the importance of a catch-up mechanism that sees technological improvement as the combination of two distinct types of activity: innovation and imitation. In this way, the impact of human capital and other types of knowledge acquisition on economic growth is measured. The conclusions of the contributors are invaluably oriented to policy implications. Book excerpt: We analyze the interactions between positive and negative externalities in innovation and trade for economic growth in a region when this region is part of an aggregate economy consisting of two regions. In both regions consumers have constant relative risk aversion preferences, there is human capital use, and there are three kinds of manufacturing activities involving the production of blueprints for inputs or machines, the inputs or machines themselves, and a single final good for consumption. We study two cases. In the first case, there is no growth in the human capital stock but innovative activities give rise to positive externalities or knowledge spillovers in two ways. In this setting, we study whether and under what circumstances opening a region to trade results in an increase in this region's equilibrium growth rate. In the second case, there is growth in the human capital stock but there are negative externalities in innovation. In this scenario, we show that opening a region to trade leads to more innovation but to no change in its long run growth rate.

For more than two decades, scholars have debated which externality is dominant for growth and under which regime. The present study aims to resolve this debate by analysing the influence of agglomeration economies on the growth of five-digit manufacturing sectors and firms in Indonesia between 2000 and 2009 discriminating cities and regencies. Specialization, competition, population density, human capital, and a set of varieties are employed. This is conducted shedding the light on policy implications of economic variety sectoral decomposition functional to revitalize Indonesian manufacturing growth after the Asian Financial Crisis, which substantially hits the Indonesian economy and manufacturing. Empirical evidence reveals that Indonesian policymakers should develop initiatives to support the competitiveness of key labour-intensive industries and manufacturing transformation towards knowledge-based productions. This can be achieved through promoting key specialised clusters characterized by large sectoral interconnectivity favouring inter and intra-industry knowledge spillovers, which allow underpinning the competitiveness of clusters and overcoming the two typical drawbacks of highly specialized locations (lock-in and lack of resilience). The formation of human capital, and the development of technologically advanced industries come to light as crucial drivers to construct a more conductive innovative environment and reduce manufacturing exposure to external industry-specific shocks. Population density and industrial diversity antithetically influence manufacturing growth in cities and regencies due to their economic heterogeneities.
