Book excerpt: The Chinese financial sector, despite having been developed at a much later stage compared with other developed nations, has achieved substantial progresses over the past decades. By the end of 2014, a total of 16 commercial banks had been listed on the stock exchanges, exerting strong impact onto the market indices and contributing significantly to the country's sustained economic growth. This book reviews the evolution of the Chinese financial system, examining the effectiveness of reform strategies made by the government over the last ten years. The first chapter offers a comprehensive review of the development of the Chinese banking sector and the state-owned banks (SOBs). The second chapter focuses on the efficiency of the Chinese banking sector. Employing data envelopment analysis (DEA) and stochastic frontier analysis (SFA), the author tests the change of efficiency within the Chinese banking sector over the past decade. It also looks at the strategy adopted by the Chinese government as the final attempt in reforming its troublesome SOBs and the effectiveness of such a reform strategy. The next chapter examines the corporate governance practise of the Chinese commercial banks, and the author follows by investigating the effect of the 2007 US credit crunch on Chinese banks and the country's wider economy. Other chapters survey the influence of foreign entry to the Chinese domestic banking sector, and the development of shadow banking in China. The author concludes by discussing the role of the central bank, namely the People's Bank of China (PBOC), and its role in implementing effective policies to promote economic growth.

Book excerpt: This paper tests the interrelationships between risk, competition and efficiency in the Chinese banking industry over the period 2003-2013 under a Granger Causality test. The current study contributes to the empirical research by using an Efficiency-adjusted Lerner index and stability inefficiency as the indicators of competition and insolvency risk and more importantly, it is the first piece of research testing the interrelationships between different types of risk, efficiency and competition in the context of Chinese banking. The results show that Chinese commercial banks with higher levels of efficiency have higher credit risk and insolvency risk, but lower liquidity risk and capital risk. Higher competition leads to lower credit risk, lower insolvency risk, but higher liquidity risk. The results further show that Chinese commercial banks with higher credit risk and insolvency risk have higher efficiency, but the impact is significant and negative for liquidity risk and capital risk. Finally, it is found that lower liquidity risk increases the market power (lower the competitive condition) in the Chinese banking industry.

As part of the WTO agreement, the domestic financial sector is fully open to foreign investors from WTO member countries in 2006. To answer the challenges, the policy makers and management of SOCB have been introducing two major steps to improve the Competitiveness of the commercial banks: transfer the bad debts to asset management companies and inject foreign exchange reserves to capital. However, the qualitative study shows that the general performance of the state-owned commercial banks is unstable during this period. It is high time that the consequences and efficiency of the reform were examined on an objective basis. This research offers a careful and rigorous examination of the condition and determinants of banking efficiency and competitiveness in China, with the focus on the state-owned commercial banks. The key contribution of this study is to develop a comprehensive empirical framework to measure and explain the performance of the state-owned commercial banks during the crucial transitional period from 1998 to 2003. This research examines the banking market conditions on the basis of a synthesis of the traditional Structure-Conduct-Performance paradigm and other alternative hypotheses. The thesis reveals that the state-owned commercial banks still dominate in both retail and business banking markets. The interest earnings remain the dominant source of commercial revenues. Due to the special relationship with government and their operational characters in the financial market, the state-owned commercial banks are not sensitive to monetary policy adjustments. The competition from other type of commercial banks has been strengthening, but the impact is rather limited. The main contribution of this study to the empirical literature on the Chinese banking market is the employment of the Data Envelopment Analysis to measure the efficiency of the state-owned commercial banks at provincial level, followed by a panel econometric investigation into the differences in banking efficiency across the stat-owned commercial banking groups as well as individual provinces. The results show that the level of banking efficiency was generally very low and there was a significant extent of input surplus among the provincial branches. The source of inefficiency is different among individual banking groups. The econometric study reveals that the SOCBs benefit from the concentrated market structure and strong complementary relationship with their traditional business areas. The empirical results have also shed light on further policy measures to enhance banking competition and performance in China.

Book excerpt: This paper examines market concentration and its effect on competition in the Chinese commercial banking market. This study also investigates how changes in competition have affected the financial stability of Chinese commercial banks. To test the competitive conditions, we obtained the H statistic of the Panzar-Rosse model from a revenue function equation. The degree of financial stability is estimated by the Z-score formula. The Chinese banking industry has become an increasingly less concentrated market with an increased number of banks. Along with a decreased market concentration, competition in the Chinese banking industry has improved moderately. However, its market structure is still far from a competitive market. An individual bank's ability to earn higher markup or charge a higher net interest margin contributes to its financial soundness, although a higher degree of market concentration may have negative effect on the financial stability of the entire banking system.
