Book excerpt: This paper uses a multivariate procedure to measure two sources of real return variation in the Pacific Basin equity markets: the expected return variables and shocks to expected future cash flows. While the global instrumental variables that proxy for these two sources of variation explain individual stock index real returns reasonably well, their explanatory power for portfolio real returns is much stronger. Our evidence thus suggests market rationality of stock price movements in the Pacific Basin countries. We further find that expected future cash flow shocks are better at explaining quarterly real returns than do expected-return variables. Results also show that U.S. future industrial growth rates have a significantly stronger impact on the Pacific Basin Stock return movements than do the Japanese.

Our concern is whether real return differentials are primarily caused by nominal return differentials or expected changes in real exchange rates. We find that nominal return differentials account for most of the difference, which suggests that either there is not free mobility of capital between the countries of our study or that there are significant differences in the riskiness of returns across countries. We do not find a significant relationship between the size of the return differentials and the flexibility of the nominal exchange rate.

Book excerpt: The purpose of this study is to investigate whether current and future domestic and international macroeconomic variables can explain long and short run stock returns in Pacific-basin countries. The countries examined include Australia, Japan, Korea, Malaysia, New Zealand and Singapore, whilst America is included as a quot;foreign influencequot;. The long run relationship tested in this study is based on the present value model of stock prices, which is tested using the complete range of cointegration and causality tests. These include the Johansen ML test, Long Run Structural Modelling, a Vector Error Correction Model and Variance Decomposition. Typically it is found that Pacific-Basin stock markets are neither perfectly integrated with foreign financial markets nor are they perfectly segmented. A present value model based on domestic and external economic variables can be estimated for each Pacific-Basin stock market examined. Consistent with our priors: American economic activity has a significant influence on Pacific-Basin stock markets in the long run but was surprisingly less influential than domestic economic activity.
