Book excerpt: Some choices in energy regulation, particularly those that price emissions, raise household energy prices more than others. Those choices can lead to a large variation in burden both across and within income groups because of wide variation in household energy use. The within-income group variation in burden can be particularly hard to remedy. In this paper, we review alternative welfare perspectives that give rise to equity concerns within income groups ("horizontal equity") and consider how they might influence the evaluation of environmental policies. In particular, we look for sufficient statistics that policymakers could use to make these evaluations. We use Consumer Expenditure Survey data to generate such statistics for a hypothetical carbon price versus a tradable carbon performance standard applied to the electric power sector. We show how horizontal equity concerns could overwhelm efficiency concerns in this context.

We compare distributional implications of EU climate policy pathways that differ in their instrument mix, considering carbon pricing and non-price regulation, as well as revenue recycling via uniform transfers and subsidies towards household investments in energy efficiency. We combine energy-economic modelling with a newly constructed dataset of over 240000 households that captures both income- and expenditure-side variation between and within income groups. Results indicate that a policy package with multiple instruments can be the preferred option once impact variability between and within income groups matters, conceptualized by vertical and horizontal equity considerations, respectively. Standards mitigate horizontal equity concerns, while carbon pricing generates revenues for uniform transfers to counteract regressive effects across income groups, and for energy efficiency subsidies to ease within-group impact heterogeneity. These results provide an explicit, quantified, equity-based rationale for the adoption and acceptability of comprehensive climate policy packages.

In particular, many effects of such policy are likely regressive. First, it raises the price of fossil-fuel-intensive products, expenditures on which are a high fraction of low-income budgets. Second, if abatement technologies are capital-intensive, then any mandate to abate pollution may induce firms to use more capital. If demand for capital is raised relative to labor, then a lower relative wage may also hurt low-income households. Third, pollution permits handed out to firms bestow scarcity rents on well-off individuals who own those firms. Fourth, low-income individuals may place more value on food and shelter than on incremental improvements in environmental quality. If high-income individuals get the most benefit of pollution abatement, then this effect is regressive as well. Fifth, low-income renters miss out on house price capitalization of air quality benefits. Well-off landlords may reap those gains. Sixth, transition effects could well hurt the unemployed who are already at some disadvantage. These six effects might all hurt the poor more than the rich. This paper discusses whether these fears are valid, and whether anything can be done about them.

Book excerpt: Arguing that the energy price policies of the 1970s represented a major equity/efficiency trade-off and led to a dramatic deterioration in the living standard of lower income households, the authors of this book present a comprehensive data-based assessment of the plight of lower income households during the decade of 1973-1983. After a general review of the recessionary and inflationary impact of rising energy prices on the national economy, they present detailed empirical assessments of three trends adversely affecting lower income households: (1) the rising share of household energy expenditures as a percentage of household income and the failure of income transfer programs to offset losses in purchasing power; (2) the rapid increase in energy-related operating costs in lower income rental housing and the coincident decline in the quality of housing; and (3) the rapid increase in energy-related operating costs of local governments which strained local fiscal resources and led to a cutback in the provision of redistributive services (such as health, education, and welfare) and a shift toward regressive taxes. The authors conclude that damage to the national economy and to the living standards of lower income households remains severe; price trends of the 1980s, they emphasize, represent only slight moderations of earlier trends, while the vulnerability to future energy price shocks has been reduced very little. The need for effective policy responses is even greater now than in the first decade of the energy crisis.
