Book excerpt: This paper and the companion background paperpresent a simple conceptual framework to better understand cross-border trade and financial interconnectedness. Countries are grouped together into “clusters” on the basis of having relatively tight trade and financial connections (e.g., Asian supply chain). Clusters are connected to one another through “gatekeepers” (e.g., Austria is a gatekeeper to the Central and Eastern Europe, and Sweden to the Baltics), and countries that are central to the whole network are in the “core” (the systemic-5). By mapping this architecture of cross-border trade and financial interconnectedness, the papers provide—at a glance—an easy way to comprehend the direct and indirect linkages of countries. The papers suggest that gatekeepers in particular can play a role in dampening or amplifying and propagating shocks, and this role depends on the economic context and policy space.

The current account in 2012 was primarily financed by EU transfers and foreign direct investment (FDI), notwithstanding a reduction in net FDI inflows. Moderate outflows from the domestic banking system were more than offset by strong portfolio inflows into the government bond market. The current account deficit and real effective exchange rate are broadly in line with medium-term fundamentals and desirable policies according to the External Balance Assessment models. The largely foreign-owned banking system has remained well-capitalized, profitable, and liquid.

The global crisis has revealed weaknesses in Austria’s financial stability policy framework, and recent changes at the European levels provide an opportunity to address these. Stress test results indicate that under adverse medium-term scenarios, virtually all Austrian banks, including all internationally active institutions, would meet regulatory capital requirements, and are resilient to funding and contagion risks. The Austrian Financial Market Authority (FMA) and the central bank (OeNB) collaborate effectively in performing banking supervision, including on a cross-border basis.

Unlike other, price-based reforms (e.g., Basel 3 and G-SIFI surcharges), these proposals have been developed unilaterally with material differences in scope, design and implementation schedules. This may exacerbate cross-border regulatory arbitrage and put a further burden on consolidated supervision and cross-border resolution. This paper provides an analysis of the potential implications of implementing different structural policy measures. It proposes a pragmatic and coordinated approach to development of these policies to reduce risk of regulatory arbitrage and minimize unintended consequences. In doing so, it also aims to identify a set of common policy measures that countries could adopt to re-scope bank business models and corporate structures.

It thus takes initial steps toward operationalizing enhanced financial sector and macro-financial surveillance called for by the IMF’s Executive Board and by experts such as de Larosiere et al. (2009). Getting a better handle on interconnectedness would strengthen the Fund‘s ability, together with the Financial Stability Board, to track systemic risk concentrations. It would also inform spillover and vulnerability analyses, and sharpen bilateral and multilateral surveillance.
