Book excerpt: Back in the early 1990s, economists and policy makers had high expectations about the prospects for domestic capital market development in emerging economies, particularly in Latin America. Unfortunately, they are now faced with disheartening results. Stock and bond markets remain illiquid and segmented. Debt is concentrated at the short end of the maturity spectrum and denominated in foreign currency, exposing countries to maturity and currency risk. Capital markets in Latin America look particularly underdeveloped when considering the many efforts undertaken to improve the macroeconomic environment and to reform the institutions believed to foster capital market development. The disappointing performance has made conventional policy recommendations questionable, at best. 'Emerging Capital Markets and Globalization' analyzes where we stand and where we are heading on capital market development. First, it takes stock of the state and evolution of Latin American capital markets and related reforms over time and relative to other countries. Second, it analyzes the factors related to the development of capital markets, with particular interest on measuring the impact of reforms. And third, in light of this analysis, it discusses the prospects for capital market development in Latin America and emerging economies and the implications for the reform agenda.

Financial markets in India comprise, in the main, money market, Government securities market, capital market, corporate debt market, credit market, and foreign exchange market. Capital market plays a very important role in the development of financial system of any economy. It is a market where financial assets such as equities/debts are traded over a long period of time. Although the capital market in India has a long history, it remained on the periphery of the financial system for a long time. Various reforms undertaken since the early 1990s by the Securities and Exchange Board of India (SEBI) and the Government have brought about a significant structural transformation in the Indian capital market. As a result, the Indian equity market has become modern and transparent. The equity market has witnessed widespread development in infrastructure and its functioning is comparable to international standards. It has seen significant increase in growth and diversity in composition since early 1990s.

With the increasing relevance of FIIs, an informationally efficient capital market holds far reaching implications for its stable growth as well as for the economic growth of the political economy of a country. Thus, the understanding of efficiency of capital market of India in the dynamics of the stock markets is essential. There is sufficient evidence in favour of capital market efficiency in developed markets. But the same is often not valid in emerging markets. This paper studies the efficient market hypothesis in its weak form in the frame work of random walk model for NSE in India from 2001 to 2008. The ADF, DF-GLS, and PP tests are used to examine stock market efficiency. The results support that the stock markets of India do not follow random walk, rejecting the weak form efficient market hypothesis.

The last 25 years have witnessed acceleration in the process of financial innovation. This has been spurred largely by increased volatility of exchange rates, interest rates and commodity prices and an increase in the pace of tax and regulatory change. Financial innovation enhances the allocation efficiency of the financial intermediation process and improves the operational efficiency of the financial system by reducing the costs and/or risk of transactions in the primary and secondary markets in which financial instruments are traded. Financial innovation is necessary to achieve a high and stable rate of growth through financial sector development in Emerging Market Economies (EMEs). India's financial markets - equity market, money market, forex market and credit market - experienced the knock-on effects of the global financial crisis. The equity markets and forex markets came under pressure because of the reversal of capital flows as part of the global deleveraging process. With the reversal of capital flows and drying up of external sources of funds, corporate shifted to domestic bank credit. This substitution of overseas financing by domestic financing brought both money markets and credit markets under pressure. In this paper, financial innovations and its impact of the crisis on various financial market segments in India and policy responses to contain the damage and restore normalcy have been analyzed. The study is based on the hypothesis that Foreign Investors are confident about the Indian Capital market conditions that they divert funds to other profitable and more secured destinations. The concluding remark is that Indian Financial Markets affected by the current global crisis from January 2008 largely because of selling pressures by FIIs, besides weakened domestic sentiments because of turmoil in international financial markets.
