While defense spending was not deliberately invented as a fiscal policy instrument, its importance in the composition of overall government spending and thus in determining employment is now easily recognized. In light of the collapse of the Soviet Union and the consequent reduction in the threat to the security of the United States, maintaining defense spending at the old level seems indefensible. The media has concentrated on the so-called peace dividend. However, as soon as the federal government is faced with defense cuts, it realizes the macroeconomic ramifications of such a step. Based on studies included in this volume, we examine the effects of defense spending on economic growth and investigate how the changed world political climate is likely to alter the importance and pattern of defense spending both for developed and developing countries.

Several recent studies have attempted to esti- mate the supposedly adverse economic and employment effects of reductions in government spending generally, and defense outlays in particular. Such studies have tended to exaggerate the harmful effects of spending cuts and have ignored or understated the beneficial effects associated with redirecting resources to more productive uses. These potential savings in real resources are sufficiently large to justify a detailed analysis of U.S. national security needs and the outlays required to defend them.

As a result of the collapse of communism and the political and economic disintegration of the Soviet Union, the composition and size of U.S. military forces will undergo great changes. Initial reductions are already under way, and major cuts are being planned. By 1997, under the Administration's plan presented in February 1991, national defense outlays would be 28 percent below their peak level in the 1980s. Changes of these magnitudes naturally raise concerns about economic effects. This congressional Budget Office (CBO) study, prepared at the request of the Minority Leader of the United States Senate, examines the effects of cuts in defense spending not only on the national economy but also on states, industries, and selected local areas.
