Book excerpt: The present paper takes a fresh theoretical and empirical look into the relationship between Wagner’s law and economic development. It introduces human capital into a classic two-sector model of unbalanced growth. It shows that, as an economy develops, changes in the relative returns to human capital and unskilled labor, as a result of changes to their relative scarcities, could have a significant impact on the size of the government sector, depending in part also on the difference in relative factor intensities between outputs of the private and government sectors. This conjecture is broadly supported by empirical evidence based on a cross-section analysis of a large sample of developed and developing countries.

Using a growth-accounting methodology, it distinguishes the sources of growth between the accumulation of factors of production and changes in production intensity or efficiency. Private capital is found to be particularly important to growth, but human capital appears not to be significant. The paper also identifies the terms of trade, trade openness, the government deficit, and the share of government investment in total investment as key policy variables affecting growth.

Book excerpt: The supply of human capital in production activities is a function of the quality and volume of education services provided at the basic and tertiary levels in the education system. Accordingly, the allocation of resources by government to education is an important determinant of human capital formation. Moreover, depending on its level-specific variations, a given amount of human capital can have differential impacts across sectors and on economic growth. Noting that the accumulation of human capital may be of greater importance than the accumulation of physical capital, this study posits that government spending on education can be identified as an important indicator of human capital formation that in turn propels economic growth. This study examines the level-specific impact of human capital on economic growth in four Caribbean countries using the Lucas (1988) model for its theoretical underpinnings. It was found that human capital at the tertiary level in countries with lower performance indicators had a negative impact on economic growth whereas human capital at the basic level in countries with lower performance indicators had a positive impact on economic growth.

Book excerpt: In this paper we investigate the long-run effects of government spending and taxation in an endogenous growth setting. The model is a variant of Barro's model ('Government Expenditure in a Simple Model of Endogenous Growth', Journal of Political Economy, Vol. 98, 1990, pp. S103-S125) and Lucas's model ('On the Mechanics of Economic Development', Journal of Monetary Economics, Vol. 22, 1988, pp. 3-42) in which human capital accumulation is driven by government spending on public education. To balance the budget the government levies a tax on output in two alternative specifications of the human capital accumulation equation. The results consolidate some recent findings that taxation, when it is used for productive purposes, may lead to faster growth. Growth rates increase with taxes up to a level around 60-70 percent.

Book excerpt: The model developed here postulates that learning through experience plays a critical role in raising labor productivity over time, with three major consequences. First, the steady-state growth rate (of output) becomes endogenous and is influenced by government policies. Second, the speed of adjustment to steady-state growth is faster, and enhanced learning further reduces adjustment time. Third, both steady-state growth and the optimal net rate of return to capital are higher than the sum of exogenous rates of technical change and population growth. Simulation results confirm the model’s faster speed of adjustment, while regression analysis explains a large part of divergent growth patterns across countries in terms of the extent of openness and human development and of the quality of fiscal policies.

Book excerpt: This paper considers the effects of fiscal and financial policy on economic growth in open and closed economies, when human capital formation by young households is constrained by the illiquidity of human wealth. Both endogenous and exogenous growth versions of the basic OLG model are analyzed. We find that intergenerational redistribution policies that discourage physical capital formation may encourage human capital formation. Despite common technologies and perfect international mobility of financial capital, the non- tradedness of human capital and the illiquidity of human wealth make for persistent differences in productivity growth rates (in the endogenous growth version of the model) or in their levels (in the exogenous growth version). We also consider the productivity growth (or level) effects of public spending on education and of the distortionary taxation of financial asset income.

Such choices include possible changes in public expenditures on social safety nets, health, education, firm subsidies and public infrastructure. The proper approach to making the right choice depends on the implications of each of these types of expenditures for long-term productivity, growth and welfare of agents. Second, while all available evidence suggests that investment in human capital is as important as physical. capital accumulation, most dynamic studies have ignored the dynamic efficiency effects of the composition of government expenditure on human capital accumulation. In particular, there is the question as to whether agents substitute between physical and human capital under different policy environments.

It starts with the role of human capital in influencing productivity, employment and growth of employment. The chapters show that Indian States that have been neglecting schooling and health facilities have become victims in terms of low productivity and lower rates of employment. Consequently, employment cannot be increased without spending on education and health. Furthermore, the unorganised sector in India cannot provide gainful employment as productivity in this sector is low and is also declining. Skill intensity influences mainly productivity in the organised sector. As a result, states that have been neglecting human capital would lose on both counts. The chapters also reveal that human capital could be substituted for energy use and help in reducing energy consumption and pollution. India is also one of the important exporters of human capital and the non resident Indians send remittances back to India. The volume indicates that remittances play a significant role in poverty reduction and increase in per capita consumption levels. In addition remittances, unlike foreign direct investments and portfolio investments, are less erratic and are not influenced by slowdown in the world economy. Poverty could also be directly attacked through the use of anti poverty programmes like NREGA. This volume provides an analytical framework and a theoretical model to analyse the impact of these programmes to examine their influence on labour demand, income, prices and productivity. The volume also emphasises the crucial role of the government in directly running education institutions. As seen from the volume government run engineering institutions are technically more efficient than the private run ones.
