Book excerpt: Defense contractors have often been reluctant to make significant investments in modern, more efficient equipment that could lower costs for weapons systems. This reluctance is due to the risk of premature program termination and a pricing policy which can make investment financially unattractive. This report reviews DoD's test of the Industrial Modernization Incentives Program (IMIP), a DoD-wide effort to provide incentives to invest in modern capital equipment by allowing contractors to retain a share of productivity-induced cost savings. Conclusions are drawn with respect to IMIP's objectives and applicability, the need to carefully project financial effects of IMIP agreements, and IMIP's relationship to other acquisition issues.

Book excerpt: In response to a congressional request, GAO provided interim observations on the management of the Department of Defense's (DOD) Manufacturing Technology (MT) Program and described its relationship to other DOD productivity programs. GAO found that the Office of the Secretary of Defense and the military services have taken several actions to improve the management of the program since GAO issued a report disclosing weaknesses in program management. However, further management improvements may be warranted in some areas. DOD disagreed with a GAO recommendation to ensure that the services prioritize projects to achieve primary program goals. DOD asserted that funding should be permitted for MT projects that go beyond the primary aims of cost reduction and productivity enhancement. DOD also disagreed with a GAO recommendation to devise and institute a consistent project ranking system. DOD asserted that a consolidated project ranking system would not improve the project selection process because the program is funded from various appropriations and funds are not transferred between appropriations. GAO disagreed with these assertions stating that: (1) the program objectives are distorted by funding some types of projects; and (2) the second recommendation would not involve any transfer of funds. DOD concurred with five other GAO recommendations and asserted that strengthening centralized program management within each service would provide a positive response to most of the GAO recommendations. GAO stated that the Industrial Modernization Incentives Program, if successful, could increase the likelihood that the results of some MT projects will be used in actual production. In addition, GAO found significant differences between the Productivity Enhancing Capital Investment Program and the MT program.

Book excerpt: The Industrial Modernization Incentives Program (IMIP) is the first significant DOD attempt to provide a catalyst for defense contractors to modernize the defense industrial base. IMIP evolved from the Air Force's Technology Modernization (TECHNMOD) program that was designed to reduce weapon systems cost and strengthen the industrial base. While IMIP is maturing since its 1982 beginnings, standardized criteria for evaluating its effectiveness have been lacking. This second stage of research is built upon the study completed by Cooper and Houck, measuring the effectiveness of the industrial modernization incentives program. They identified nine criteria that were validated as useful tools in evaluating the effectiveness of IMIP. During the second stage, these criteria were applied to selected IMIP projects to see if IMIP reduces weapons systems cost and modernizes the U.S. defense industrial base. The nine criteria were rephrased into nine investigative questions. Results of the research indicate that two of the nine should always be used on a selected basis depending on the project being evaluated.

Book excerpt: The Industrial Modernization Incentives Program (IMIP), cited by Secretary of Defense Weinberger as the number one DOD initiative upon which the future of a strong industrial base largely rests, will soon be evaluated to determine its ability to restore positive productivity growth rates and improved surge/mobilization capabilities within the U.S. defense industrial base. The ultimate validity of this review has been questioned, however, due to a lack of standard measurement criteria. As the first stage of a two-stage effort to test the hypothesis that the IMIP will revitalize the U.S. defense industrial base, government and industry IMIP managers were interviewed to identify valid measures of effectiveness. Nine criteria were recommended as valid, quantifiable measures of IMIP effectiveness upon which accurate measurement of IMIP project benefits should be completed during follow-on Stage II research.

Book excerpt: Determining the appropriate productivity savings reward under an Industrial Modernization Incentives Program agreement requires identification of the total potential reduction in contract price. The contract price must be determined for each of two situations, one with business as usual and one after the proposed productivity enhancement. Finding these two sets of expected contract prices requires consideration of changes in direct and indirect cost and changes in profit objectives in each year of the period under analysis. Discounted cash flow analysis is the appropriate tool for evaluating the financial attractiveness to the contractor of a proposed investment. Contractor-related cash flow includes payments based on depreciation, imputed cost of money, and profit, which is influenced by cost and by facilities capital employed. Contractor return on investment is usually evaluated in after-tax terms, which implies a need to consider the accelerated cost recovery system and investment tax credit provisions of the Internal Revenue Code. The cash flow model documented in this report provides evaluations of proposed savings share provisions. It identifies the benefit to DoD and to the U.S. Government (including income tax effects). It measures the internal rate of return to the contractor. The parties are expected to evaluate several possible savings share arrangements in the process of developing an equitable contractual agreement.

The Manufacturing USA institutes are considered crucial and game-changing catalysts that are bringing together innovative ecosystems in various technology and market sectors critical to DoD and the nation. Since 2012, DoD has invested $600 million directly in its Manufacturing USA institutes with the understanding that the initial federal investment included (1) core funding and (2) one-time, start-up funding to establish the institutes within a period of 5 to 7 years. As the institutes now begin to reach year five, DoD is evaluating the effectiveness of the institutes in fulfilling their goals and the best on-going roles for the federal government, including on-going funding options, to ensure optimal benefit to U.S. competitiveness. This report reviews the role of DoD's investment to date in establishing its eight institutes as publicâ€"private partnerships and its engagement with each institute after it has matured beyond the start-up period.
