Available in PDF, EPUB and Kindle. Book excerpt: This paper performs a theoretical analysis of the use of racial differences in loan default to test for mortgage lending discrimination. The default approach has received considerable attention in the press and in academic arenas, and yet the theory underlying this approach has not been carefully explored. The loan process is thought to create a selected sample of loans. If mortgage lenders discriminate by holding minorities to a higher standard, the sample selection bias in the minority sample of loans will be more extreme than the bias in the majority sample, and the sample of minority loans should exhibit lower default rates than the majority sample. This paper examines the default approach explicitly in this sample selection framework and observes that the approach suffers from heteroscedasticity bias because loan defaults are a discrete dependent variable. In addition, the paper examines the impact of correlations between race and the unobservables in the loan approval and default equations. Both of these correlations are shown to bias the default approach away from finding discrimination under the standard assumptions.

Book excerpt: One troubling finding of researchers analyzing the Stafford Loan program is the high incidence of default among African-Americans. Moreover, other studies have shown that blacks are often discriminated against in obtaining home mortgage loans. Typically, borrowing and repayment decisions within the sectors of the credit market are analyzed in isolation. This paper, however, links the default decision in the student loan market to borrowing expectations in the mortgage home loan market. Given that the primary cost of not repaying one's educational loan is a damaged credit record, for those students who expect to be discriminated against in the credit market following their schooling, this cost is ineffective. This paper reveals economically that African-American Student loan borrowers have made an economically rational decision when they choose to default on their educational loans because they foresee themselves to be excluded from obtaining home mortgage loans whether they repay their student loans or not.

The 1st phase of the report culminated with a March 1998 report which examined whether FHA defaults were concentrated among a group of high-default neighborhoods & high-default lenders. The 2nd phase of the study replicated a number of the initial analyses with the addition of credit history data. This report combines the 1st phase findings with the new 2nd phase findings. As expected, the updated analysis shows that high default neighborhoods & lenders have more borrowers with poor credit.
