Available in PDF, EPUB and Kindle. Book excerpt: This paper uses a model with Directed Technical Change to theoretically analyse observable heterogeneous energy intensity developments. Based on the empirical evidence, we decompose changes in aggregate energy intensity into structural changes in the economy (structural effect) and within-sector energy efficiency improvements (efficiency effect). The relative importance of these effects is determined by energy price growth and sectoral productivities that drive the direction of technical change. When research is directed to the labour-intensive sector, the structural effect is the main driver of energy intensity dynamics. In contrast, the efficiency effect dominates energy intensity developments, when research is directed to energy-intensive industries. Increasing energy price generally leads to lower energy intensities and temporal energy price shocks might induce a permanent redirection of innovation activities. We calibrate the model to empirical data and simulate energy intensity developments across countries. The results of our very stylised model are largely consistent with empirical evidence.

Book excerpt: Technological and behavioral inertia are main features of the energy transition process which need be assessed to avoid the worst climate change scenarios. Innovative dynamics are characterized by localized learning processes along development paths linked to the prevailing scarcity signals. In the absence of a price for the CO2 emissions, for a long time the energy price system has directed energy production and consumption along paths with strong traction of fossil fuels. Technological opportunities today incorporate such dynamic distortion. Attempts to internalize this scarcity, through typical market instruments, clash with the fact that signals of scarcity required to obtain the required adjustment in energy production and consumption are not viable on economic, political and social grounds. Conversely, to attack technological and behavioral inertia a Big Push approach is needed, based on a mix of instruments with innovation and industrial policies at the core.

I use a multi-region integrated assessment model with fuel-specific endogenous technical change to examine the impact of Europe and China reducing emissions to zero by mid-century. Without international technological diffusion this is insufficient to avoid catastrophic climate change. But when innovation can diffuse overseas, long-run temperature increases are limited to 3 degrees. This occurs because policy not only encourages green innovations but also dissuades dirty innovations which would otherwise spread. The most effective policy package in emissions-reducing regions is a research subsidy funded by a carbon tax, driven in the short term by the direct effect of the carbon tax on the composition of energy, and later by innovation induced by research subsidies. Green production subsidies are ineffective because they undermine incentives for innovation.

By distinguishing between energy R&D inputs and non-energy R&D inputs, this book draws on the research paradigm of neoclassical economics to clarify the basic concepts and endogenous mechanisms of energy-saving technological progress as a logical starting point. Under the framework of the existing endogenous growth theory analysis, the heterogeneous R&D inputs are divided into two different mechanisms that affect energy use efficiency, namely factor substitution effect and energy-efficient input increase effect, and a heterogeneous R&D input is constructed.
