The FRN pays interest at a rate that resets periodically based on changes in the rate of the 13-week Treasury bill (to which the FRN is indexed). GAO was asked to review Treasury debt management, including this product and other debt management issues. This report (1) evaluates Treasury's rationale for introducing FRNs and (2) identifies the demand for Treasury securities from a broad range of investors to assess whether changes would help Treasury meet its goals. To address these objectives, GAO used Treasury auction data from 1980 - 2014 to simulate the costs of Treasury FRNs, reviewed Treasury documents, surveyed a non-generalizable sample of 82 large domestic institutional investors across sectors, and interviewed market participants and academic experts. Available in PDF, EPUB and Kindle. Book excerpt: Since January 2014 the U.S. Treasury has been issuing floating rate notes (FRNs). We estimate that the U.S. FRNs have been paying excess interest between 5 and 39 basis points above the implied cost for other Treasury securities. We find a strong positive relation between our estimated excess spreads on FRNs and the subsequent realized excess returns of FRNs over related T-bill investment strategies. With more than 300 billion dollars of FRNs outstanding, the yearly excess borrowing costs are estimated to be several hundreds of millions of dollars. To rationalize this finding, we examine the role of FRNs from the perspective of optimal government debt management to smooth taxes. In the model, bills can be cheaper to issue than FRNs, and the payoffs for FRNs are perfectly correlated with future short rates. FRNs can be used to manage the refinancing risk from rolling over short-term debt. We derive conditions under which the issuance of FRNs can optimally be positive.

Book excerpt: To achieve its primary debt management objective of financing the federal government's borrowing needs at the lowest cost over time, Treasury issues debt through a regular and predictable schedule of auctions across a wide range of securities. Treasury marketable securities consist of bills that mature in a year or less, notes with original maturities of more than 1 to not over 10 years, and bonds with original maturities of more than 10 years.2 Treasury seeks to appeal to a broad range of investors and to provide the market with a high degree of stability in the amount issued of each security, particularly for longer-term securities.3 Financing across the yield curve (that is, issuing short-, medium-, and long-term debt) appeals to the broadest range of investors, mitigates refunding and market rate risks, and provides the market with a pricing mechanism for setting interest rates. These all contribute to overall market liquidity and promotion of efficient capital markets. In a liquid market, trading can be completed at will and the offer and purchase prices differ only slightly. Liquidity is important to Treasury because liquid securities can be auctioned at lower rates and thus minimizes Treasury borrowing costs.
