Using the UK data, we show that there is a sizeable difference in the cross-sectional returns between liquid and illiquid assets. Liquidity together with book-to-market equity explains cross-sectional returns. Furthermore, the well-documented value premium can be explained by a liquidity-augmented CAPM, and this result is robust in the presence of distress factor and a battery of macroeconomic variables.

Book excerpt: Some studies in the 1990s documented that book value of equity to market value of equity (BV/MV) and the market value of equity (MVE) capture the cross-sectional variation of stock returns in the U.S. market in the 1963-90 period. Other researchers argued, however, that two other variables - the sales-to-price ratio (S/P) and the debt-to-equity ratio (D/E) - have more explanatory power for stock returns than BV/MV and MVE. The evidence in this article, from data from the London Stock Exchange, indicates that S/P and D/E do not entirely absorb the roles of BV/MV and MVE in explaining the cross-section of average stock returns in the U.K. market. We did find that S/P has significant explanatory power beyond the contribution of BV/MV and MVE, but the explanatory power of D/E is captured by S/P.

We consider a broad range of financial market variables in measuring financial conditions in order to obtain a better estimate of macroeconomic uncertainty compared to previous literature. In contrast to many earlier studies using conventional principal component analysis to estimate economic uncertainty, we construct new economic activity and inflation uncertainty indices for the UK using a time-varying parameter factor-augmented vector autoregressive (TVP-FAVAR) model. We then estimate stock sensitivity to a range of macroeconomic uncertainty indices and economic policy uncertainty indices. The evidence suggests that economic activity uncertainty and UK economic policy uncertainty have power in explaining the cross-section of UK stock returns, while UK inflation, EU economic policy and US economic policy uncertainty factors are not priced in stock returns for the UK.

Book excerpt: This study is an investigation into the cross-sectional determinants of stock returns in a small market - the Athens Stock Exchange - where the Fama and French portfolio grouping procedure that is normally used to counter the error in variables problem in estimating beta is problematic due to the small number of stocks. A maximum likelihood technique is applied, similar to that developed by Litzenberger and Ramaswamy (Journal of Financial Economics, 7, 163-95, 1979), which is arguably a better procedure than the portfolio grouping method even for investigating large (developed) markets. A further empirical problem that was addressed was the possibility that the results were being driven by the 'January effect'. The findings for the Athens market suggest that there is only one substantive variable in explaining the cross-sectional variation of market and that is market equity ME (which captures a size effect).

Previous studies have found that the CAPM beta has moderate or even insignificant explanatory power once the Fama French factors are included. However we control for different realised risk premia in up and down markets by using the same methodology as Pettengill, Sundaram and Mathur (1995). Unlike previous work, we find that beta is highly significant in explaining the cross-section of UK stock returns and more importantly remains significant even when the Fama French factors are included in the cross-sectional regressions. We also investigate whether higher comoments (co-skewness and co-kurtosis) have any explanatory power but find that empirical support is weaker.

Book excerpt: A growing number of empirical studies suggest that betas of common stocks do not adequately explain cross-sectional differences in stock returns. Instead, a number of other variables (e.g., size, ratio of book to market, earnings/price) that have no basis in extant theoretical models seem to have significantly predictive ability. Some interpret the findings as evidence of market efficiency. Others argue that the Capital Asset Pricing Model is an incomplete description of equilibrium price formation and these variables are proxies for additional risk factors. In this paper we review the evidence on the cross-sectional behavior of common stock returns on the U.S. and other equity markets around the world. We also report some new evidence on these cross-sectional relations using data from both U.S. and international stock markets. We find, among other results, that although the return premia associated with these ad hoc variables are significant in most international stock markets, the premia are uncorrelated across markets. The accumulating evidence prompts the following question: If these return premia occur primarily in January and are uncorrelated across major international equity markets, is it reasonable to characterize them as compensation for risk?

Book excerpt: This study examines the asset pricing role of 'sentiment risk' in stock returns in the case of the UK stock market. We define sentiment risk as the sensitivity of stock returns to investor sentiment in financial markets. We incorporate a broad range of financial market variables in measuring financial conditions and use this as a proxy for market-wide investor sentiment. The paper distinguishes between rational and irrational (noisy) investor sentiment. Initial findings indicate a strong role for rational sentiment risk in the returns of FTSE All Share stocks. However, our paper makes a key contribution by identifying that this evidence largely disappears after controlling for the liquidity risk features of stocks. No evidence of sentiment risk pricing is found among the subgroups of FTSE 250 and FTSE 100 stocks. More generally, our findings point to a strong relation between sentiment risk and liquidity risk in returns and the need for careful disentangling of sentiment versus liquidity effects.
