The Report reviews South Korea's corporate governance system and recommends legal reforms to improve Korean corporate governance and protect against a repeat of Korea's governance-related financial crisis of 1997-1998. The Report's principal recommendations include enhancing the role of public company boards of directors, strengthening independent director and non-interested shareholder review of related party transactions, and requiring cumulative voting and preemptive rights for public companies. Book excerpt: Sea-Jin Chang argues that the Korean financial crisis of 1997 was due to the inertia of both the business groups known as chaebols and the Korean government which prevented adaptation to changing external environments. Once the Korean government stopped central economic planning and pursued economic liberalization in the 1980s, the transition created a void under which neither the government nor markets could monitor chaebols' investment activities. The intricate web of cross-shareholding, debt guarantees, and vertical integration resulted in extensive cross-subsidization and kept chaebols from shedding unprofitable businesses. The government's continued interventions in banks' lending practices created 'moral hazards' for both chaebols and banks. This treatment demonstrates how the structure of chaebols later inhibited other adaptations and for all practical purposes became nearly dysfunctional. The book argues that restructuring of chaebols should focus on improving corporate governance systems. After such restructuring, the author predicts, chaebols will re-emerge as stronger, more focused global players.

Book excerpt: Existing literature has identified the effects of competition and firms' ownership and management structure on firms' decisions to invest in innovation. We extend this literature by examining the role of market-demand uncertainty on the relationship between firm ownership, management structure and management turnover, on the one hand, and firms' innovation on the other hand. We evaluate the effects of product-market competition, concentration of firms' ownership, presence of foreigners on owner-appointed corporate boards of directors, management independence, and management turnover rates on firms' patent applications under varying degrees of uncertainty. The validity of alternative hypotheses about management motivation - lazy manager, career concerns, prospect theory, and special East-Asian institutional constraints hypotheses - is evaluated, controlling for firms' prior investment in innovation and firm characteristics. Unique data for 711 Korean firms and nine years, 2003-2011, are used (4,339 records). We find support for the lazy-manager hypothesis by identifying substitutability between market-competitive pressures and owner-manager separation in driving managers' effort to pursue innovation. Demand uncertainty raises managers' incentives to innovate, by increasing the potential stake from innovation and increasing the risk of default if firms fail to innovate. There is little evidence that Korean managers pursue innovation to ease their career concerns or to meet an expected performance yardstick, or that they follow a special East-Asian pattern. Management turnover has little effect on innovation, and firms' existing performance increases it. Foreign management and the share of the largest firm owner (proxying for conglomerate or family ownership) have little effect on firms' innovation.

Book excerpt: The Monopoly Regulation and Fair Trade Act (hereinafter MRFTA: Korea's competition law), which was enacted in 1980, has been introduced and enforced to achieve more mature market economy. In order to normalize distorted market functions arising from the government-led economic growth, the activities such as abusive behavior of market dominance, cartel, anti-competitive M&A and unfair trade practices were prohibited under the law. However, since the mid 1980s, due to rising problems of excessive concentration of economic power and influence from large business conglomerates, or Chaebols, the Korea Fair Trade Commission (hereinafter KFTC: Korean government agency for enforcement of the competition law) has amended the MRFTA for many times, imposing restrictions on shareholdings and transaction practices, such as prohibition of cross shareholdings and debt-guarantee between affiliates, restriction of total amount of shareholdings in other domestic companies, and prohibition of undue intra-group transactions. In addition, the KFTC enacted the Fair Subcontract Transactions Act for small- and medium-sized enterprises (SMEs) not to face undue disadvantages in subcontract transactions, which can often arise from asymmetric negotiation powers between SMEs and large companies. Such regulations against large companies are causing a lot of criticisms these days as every aspect of the Korean economy has become more and more exposed to international competition with acceleration of globalization. Therefore, by getting various ideas from a wide range of opinion groups since early 2003, the government established the 3-year market reform roadmap which aims at facilitating market functions through regulatory reform as well as reinforcement of cartel regulation and prohibition of unfair trade practices. In addition, for large business conglomerates, the roadmap is designed to enhance transparency in business management and improve corporate governance, while streamlining previous regulations on them. By evaluating the performance of the improvement of corporate governance, the government will review whether to abolish or ease the regulations against large companies after 3 years of implementation of the roadmap. This direction was reflected on the amended MRFTA in late 2004.

Book excerpt: Although the degree of sectoral targeting changed dramatically from the 1960s to the 1970s and then from the 1980s onward, Korea maintained an outward-oriented, bottom-up, and integrated approach to industrial policy, relying on close public-private consultation and international benchmarking. The government and the chaebol systematically studied what had to be done to fill the missing links in the domestic value chain and move up the quality ladder, through technology acquisition, human resource development, and construction of optimal-scale plants aimed for the global market. As the capacity of the private sector increased and sectoral targeting became a more difficult proposition, Korea shifted to a more sector-neutral approach, which provided support for industry rationalization and R&D regardless of sectors. This was in line with a larger shift from industrial policy to competition and corporate governance policy, starting with the enactment of the Monopoly Regulation and Fair Trade Act in 1980.
