The countries that invest extensively abroad are usually also large recipients of FDI. There is little evidence that flows of FDI are a major influence on capital formation. That lack of effects suggests that financing capital formation is not a primary role of FDI. FDI transfers the ownership of existing productive assets from one set of owners to others willing to pay more for them, possibly from less efficient to more efficient owners. One fact that suggests this function is that outward U.S. FDI production and outward minus inward production tends to be concentrated in industries of U. S. comparative advantage. It is not in industries of U.S. comparative disadvantage, as might be expected if FDI were primarily a method of relocating production to more suitable locations. Within individual broad industry groups, U.S. FDI tends to move to countries with comparative disadvantages in trade relative to the United States in machinery industries. In resource-intensive industries, however, it moves to countries with comparative advantages in trade relative to the United States. The difference suggests that company comparative advantages dominate investment in machinery, but country comparative advantages dominate in resource-intensive industries. If FDI is transferring assets and production from less efficient to more efficient owners and managers, inward FDI can be viewed in the recipient countries as freeing capital that had been frozen in industries that the owners would prefer to leave. It permits the former owners to allocate their capital in more desirable and profitable ways. Outward FDI permits a home country's firms to optimally exploit their skills and comparative advantages, perhaps lost to the home countries, but retained by the country's firms

Available in PDF, EPUB and Kindle. Book excerpt: In this paper we develop a two country general equilibrium extension of the Stockman (1980)-Lucas (1982) equilibrium exchange rate model. This optimising framework gives us the opportunity to analyse the effect of foreign direct investment on trade and welfare of both the investor and the recipient countries. We show that, contrary to conventional wisdom, it is likely that the recipient country will suffer a welfare loss, even though it may improve its trade balance, and despite it having a comparative advantage in production in the sector in which direct foreign investment takes place. Traditional analysts have tended to focus somewhat disproportionately on the effects of foreign direct investment on the trade balance, assuming that an improvement in the trade balance inevitably implied an improvement in welfare. The use of a properly micro-founded two-country model allows us to challenge this orthodoxy.

There are several reasons for studying foreign investment and ownership. First, firms need to identify which host country industry factors are important in choosing among the various type of equity ownership (e.g. international joint ventures or wholly-owned subsidiary). Second, international diversification through foreign market entry can provide growth and profitability at rates unavailable in home markets. A third reason this warrants some attention is that type of ownership can affect attempts to counter international competition by engaging foreign rivals on their home turf. Fourth, firms have the option of choosing the appropriate equity ownership for international markets based on balancing their resources, capabilities, and international experience with their desire for ownership and control. This book extends the literature in FDI by providing empirical support for several theories and previously defined and/or tested constructs. For example, the parent and subsidiary's factors measured in this study suggest the importance of internalization and ownership advantages of Dunning's eclectic theory.

Book excerpt: This dissertation comprises three different studies that investigate the impact of ForeignDirect Investment (FDI) on separate macroeconomic issues. The first paper examines theeffect of FDI on Total Factor Productivity growth. Although the role of FDI in facilitatingtechnology transfer is well-known in the literature, empirical evidence regarding the effectof FDI on growth is mixed. Contradictory results in the literature may be due to the failureof accounting for endogeneity and the absorptive capacity of the hosting countries. Usingpanel data for 49 countries over the 1974-2008 time period, and the existence ofinvestment promotion agencies in the receiving countries as an instrument, the resultsshow that FDI leads to higher productivity growth. The results also indicate a significantpositive effect on the interaction between FDI and distance to the technological frontier,suggesting that the ability of technologically backward countries in absorbing technologiesdeveloped at the frontiers increases as more FDI stock accumulates.The second paper deals with capital flows and export diversification. Casualinspection of available evidence suggests that the magnitude of FDI is correlated with theextent of export diversification. Yet, little is known about the nature of this link. To bridgethis gap in the literature, I propose an inframarginal 2*2*2 Heckscher-Ohlin model oftrade that allows capital mobility and technological differences across countries. Themodel shows that trade costs determine the equilibrium trade structures. When trade costsare too high, autarky emerges as general equilibrium. However, an initial reduction intrade costs triggers trade in commodities based on comparative advantage. Further declinein transaction costs leads to the movement of capital (inward FDI) to the capital scarcecountry, enabling it to export a greater variety of goods under certain conditions.Finally, the third paper empirically studies the causal effect of FDI on exportdiversification. The existing literature, which is still at infancy, has not dealt with theproblems of endogeneity and aggregation bias in estimating the effects of FDI on exportdiversification. In this paper, I provide more robust evidence with 2SLS regression using anovel instrument for FDI as well as a highly disaggregated measure of exportdiversification with U.S. imports data (at the 10-digit level of Harmonized Systemclassification). Overall results confirm the export diversifying effect of FDI. However,further tests reveal that FDI only acts as a catalyst of export diversification in developingcountries, while advanced countries do not show an increase in the variety of exports dueto multinationals.
