Book excerpt: We derive the exact conditions for choosing between the big-bang strategy and a gradualist package following the model of Dewatripont and Roland (1995, Amer. Econ. Rev. 85, 5:1207-1223). We consider gradualism as an option of early bailout and derive its option price. We show how the option price can be used to select between gradualism and the big-bang strategy, between different gradualist packages, and between the best gradualist package and the big-bang strategy. Our results show that the fundamental proposition of Dewatripont and Roland is incorrect so that we conclude that their case against the big-bang strategy is overstated.

Yet, gradual marketization has facilitated the country’s rise without leading to its wholesale assimilation to global neoliberalism. This book uncovers the fierce contest about economic reforms that shaped China’s path. In the first post-Mao decade, China’s reformers were sharply divided. They agreed that China had to reform its economic system and move toward more marketization—but struggled over how to go about it. Should China destroy the core of the socialist system through shock therapy, or should it use the institutions of the planned economy as market creators? With hindsight, the historical record proves the high stakes behind the question: China embarked on an economic expansion commonly described as unprecedented in scope and pace, whereas Russia’s economy collapsed under shock therapy. Based on extensive research, including interviews with key Chinese and international participants and World Bank officials as well as insights gleaned from unpublished documents, the book charts the debate that ultimately enabled China to follow a path to gradual reindustrialization. Beyond shedding light on the crossroads of the 1980s, it reveals the intellectual foundations of state-market relations in reform-era China through a longue durée lens. Overall, the book delivers an original perspective on China’s economic model and its continuing contestations from within and from without.

Book excerpt: We present a model of large-scale economic reforms, modeled on the transition process in Eastern Europe, with aggregate and individual uncertainty concerning the outcome of reforms. The government is assumed to choose the speed and sequencing of reforms. We compare big-bang strategies with gradualist reform packages. We show that (i) gradualist reform packages may be easier to get started, (ii) optimal sequencing of reforms should aim at creating constituencies for further reforms, and (iii) gradualism may generate a higher investment response because of a lower option value of waiting than a big-bang approach would have.

Book excerpt: In an incomplete contract framework, I analyse how a club chooses its enlargement strategy in the presence of congestion. The club faces two waves of applicants. The applicants are homogeneous within each wave but differ in their conformity to the club's standards across waves. For each wave, the club chooses between an early entry offer, when the club can enforce the applicant's reform, and a late entry offer, when the applicant has to reform itself in order to be admitted. In addition, the club undertakes its own internal reform which, if successful, can eliminate congestion. I show that the club uses the gradualism approach (admitting waves sequentially) when the waves substantially differ in their compliance with the club's standards, and the big bang approach (admitting waves simultaneously) otherwise. Moreover, the club never admits a less advanced wave before a more advanced one.

Book excerpt: In the early 1990s, scholars voiced skepticism about the capacity of Eastern Europe's new democracies to manage simultaneous political and economic reform. They argued that the surge of popular participation following democratization would thwart efforts by successor governments to enact market reforms that imposed high costs on major elements of post-Communist society. David Bartlett challenges the conventional wisdom regarding the hazards of "dual transformations": far from hindering marketization, democratization facilitated it. Bartlett argues that the transition to democracy in East Central Europe lowered the political barriers to market reforms by weakening the ability of actors most vulnerable to marketization to manipulate the existing institutional structure to stop or slow down the process. Although the analysis focuses on Hungary, whose long history of market reforms makes it an ideal vehicle for assessing the impact of institutional change on reform policy, the author shows how his findings call into question the use of "shock therapy" and arguments, based on the experience in East Asia, that economic development and democratization are incompatible. This book will appeal to economists, political scientists, and others interested in transition problems in formerly communist countries, democratic transitions, and the politics of stabilization and adjustment. In this century almost all countries have gone through periods of economic transition; but which period of economic history can claim to embody the notion or to represent the era of "the" transition? Definitely, no country or group of countries has experienced anything comparable to the economic upheavals that the fall of communism has brought about in a large portion of the world in just three years (1989 to 1991). No other "transition" to date has prompted more interest and more studies among economists, academics and policy-makers than has the transformation of centrally planned economies into market-based systems. It is this transformation that has come to define "the" transition. Early in the transformation process (in November 1990), with the support of the Centre for Co-operation with the Economies in Transition (CCET), I launched a conference to examine the challenges faced by these countries. About six years have gone by and a new economic landscape has emerged in that part of the world. The difficulties in transforming these economies have exceeded all expectations, and economic performances have varied considerably across countries. The time has come, therefore, to make a first evaluation of progress and problems, with a view to extracting useful policy lessons to guide policy-makers in successfully completing the transition in the near future.
