State, local, and federal governments all play crucial roles in the U.S. fiscal system, and the interrelation has been the source of continuing controversy. This fact is the focus of the seven papers and commentaries presented in this volume, the result of a conference sponsored by the NBER. The contributors use various quantitative tools to study policy issues, obtaining results that will interest policymakers and researchers working in the areas of taxation and public finance. The first three papers study the distribution of power and responsibilities among the various levels of government. John Joseph Wallis and Wallace E. Oates look at the extend and evolution of decentralization in the state and local sector; Robert P. Inman examines the growth of federal grants and the structure of congressional decision making; and Jeffrey S. Zax investigates the effects of the number of government jurisdictions on aggregate local public debt and expenditures. The next three papers look at the deductibility of state and local taxes on federal tax returns. Using an econometric analysis, Douglas Holtz-Eakin and Harvey S. Rosen examine the effects of deductibility on revenue sources and level of expenditures. Lawrence B. Lindsey looks at how deductibility affects the level and type of taxation. George R. Zodrow uses a two-sector general equilibrium model to investigate revenue effects of deductibility. Finally, Charles R. Hulten and Robert M. Schwab analyze the problem of developing an accurate estimate of income for the state and local sector, finding that conventional accounting procedures have underestimated the income generated by a startling $100 billion.

Book excerpt: In response to a congressional request, GAO assessed federal and state cooperation in collecting national data on four block grant programs.GAO found that: (1) the cooperative data collection approach reduced state and local governments' administrative burdens, promoted broad state cooperation in the development of national data systems, and allowed states flexibility in accommodating national reporting requests; (2) limited data comparability reduced the usefulness of data collected for such purposes as allocating federal funds or determining individual state needs; and (3) federal agency or national association leadership facilitated collection of comparable data. GAO also found that: (1) states supported the cooperative efforts of the Low-Income Home Energy Assistance Program (LIHEAP) and the Alcohol, Drug Abuse, and Mental Health Services (ADMS) block grant, where legislation required federal agencies to work with national associations of state officials to develop national data systems; (2) although recent legislation required the Secretary of Education to develop a cooperative system for Education block grant data collection, it did not require a similar system for the Community Services block grant (CSBG); (3) when no statutory requirement existed to encourage national leadership, it was more difficult to obtain comparable data; (4) states' installation of data collection systems made it more difficult to implement changes to accommodate a national reporting format to provide comparable state data on educational activities; and (5) lack of national leadership hindered the collection of comparable state-level data on mental health programs. In addition, GAO found that the cooperative data collection approach was easier to implement when: (1) there was federal funding to support data collection activities; (2) national-level staff worked with state officials; (3) state officials helped in the system design; and (4) states had prior involvement in categorical grant programs.

Are policy outcomes different when federal officials have greater influence regarding the use of federal program funds? To answer such questions, Michael Rich examines to what extent benefits of federal programs actually reach needy people, focusing on the relationship between federal decision-making systems and the distributional impacts of public policies. His extensive analysis of the Community Development Block Grant Program (CDBG), the principal federal program for aiding cities, reveals that the crucial divisions in domestic policy are not among the levels of government, but between constellations of participants in the different governmental arenas. Rich traces the flow of funds under the CDBG from program enactment through three tiers of targeting--to needy places, to needy neighborhoods, and to needy people--and offers a comparative study of eight CDBG entitlement communities in the Chicago area. He demonstrates that while national program parameters are important for setting the conditions under which local programs operate, the redistributive power of federal programs ultimately depends upon choices made by local officials. These officials, he argues, must in turn be pressed by benefits coalitions at the community level in order to increase the likelihood that federal funds will reach their targets. Johnson argues that this conventional wisdom is wrong. Cooperative federalism was not born in a Big Bang, but instead emerged out of power struggles within the nation's major political institutions during the late nineteenth and early twentieth centuries. Examining the fifty-two years from the end of Reconstruction to the beginning of the Great Depression, Johnson shows that the "first New Federalism" was created during this era from dozens of policy initiatives enacted by a modernizing Congress. The expansion of national power took the shape of policy instruments that reflected the constraints imposed by the national courts and the Constitution, but that also satisfied emergent policy coalitions of interest groups, local actors, bureaucrats, and members of Congress. Thus, argues Johnson, the New Deal was not a decisive break with the past, but rather a superstructure built on a foundation that emerged during the Gilded Age and the Progressive Era. Her evidence draws on an analysis of 131 national programs enacted between 1877 and 1930, a statistical analysis of these programs, and detailed case studies of three of them: the Federal Highway Act of 1916, the Food and Drug Act of 1906, and the Sheppard-Towner Act of 1921. As this book shows, federalism has played a vital but often underappreciated role in shaping the modern American state.
